China still our advantage in a dismal world

We are living in an era of exceptionally weak growth in the world economy. We can now look back and see that era began after the global financial crisis in 2008. We can look forward and not see when the era will end. It could be years, for all we know.

Naturally, this continuing global weakness has its effect on us. So we shouldn't blame ourselves for our own weaker growth relative to our earlier performance. Rather, we should recognise that, relative to the other developed economies, we've been doing pretty well.

But we do need to remember that, compared with the others, we have a secret weapon: our strong economic links with China.

Nigel Ray, a deputy secretary of Treasury, spelt out the unusual features of the world we've entered in a speech this week. He notes that "global growth has struggled to regain sustained momentum post-global financial crisis, and global aggregate demand remains weak".

This is despite monetary policy (interest rate) settings in nearly all the major economies remaining "extraordinarily accommodative", and global public debt increasing since the crisis.

Official forecasters have continued to downgrade prospects for global growth, he says. The International Monetary Fund downgraded its forecast in its January update - the 17th downgrade in five years.

Now get this. Slower world growth has been accompanied by a number of trends that can be seen across the global economy: slower growth in international trade, weak business investment, slower productivity growth, slower population growth in the advanced economies, low inflation, and lower expectations about future inflation.

Wow. That's the sort of poor performance you expect to see briefly at the bottom of a world recession, not as a semi-permanent state.

We knew that slower growth in the working-age population as a result of population ageing would mean slower economic growth, but now official forecasters in other countries are also reconsidering their view of long-run "potential" growth in gross domestic product (just as we've done recently, cutting it from 3 per cent to 2.75 per cent).

For the other countries, "this partly reflects the ongoing legacy of the global financial crisis - such crises have long-lived effects on investment in productive capital and on labour markets, increasing structural unemployment and lowering labour force participation rates".

In other words, if business goes for some years under-investing in new and improved capital equipment, this diminishes the economy's production capacity. And when some workers go for years unable to find another job, they tend to lose their skills and the self-discipline that goes with having to turn up to work on time every day and do as you're told.

But it's not only the after effects of a protracted recession. Ray says recent estimates by IMF economists suggest that productivity growth was slowing in the advanced economies even before the GFC.

More recently, we've noticed that the "convergence" between the emerging and the advanced economies (as the emerging economies catch up by growing at a much faster rate than the advanced countries) that we've seen since the turn of the century is showing signs of stalling.

If that happens, it means slower global economic growth and could have other undesirable consequences.

It happened that Reserve Bank deputy governor Dr Philip Lowe gave a speech in Adelaide on the same day, adding to Ray's description of the strange state the world economy finds itself in.

Lowe noted that, although the official interest rate in the United States has been increased for the first time in nine years, the Bank of Japan has unexpectedly moved its rate into negative territory.

In doing so it joined the European Central Bank, the Swiss National Bank, the Swedish Riksbank and the Danish central bank with negative interest rates. And there's an expectation in various countries that yet further monetary easing will take place.

Lowe says that, in earlier decades, it was very rare for central banks to worry that inflation and inflation expectations were too low.

"Yet today we hear this concern quite often, and the 'unconventional' has almost become the conventional," he says.

But back to China and the special advantage it gives us in a dismal world. Ray says we have a higher proportion of our exports - about 32 per cent of our exports of goods - going to China than any other advanced economy does.

Twenty years ago, China's economy was less than a third of the size of America's. Today it's the largest economy in the world when you measure it according to "purchasing power parity" (as you should).

China's rate of growth may be slowing, but it remains one of the fastest growing economies in the world.

What many foreign observers don't seem to understand is that, just as we are "rebalancing" our economy from mining-driven to other sources of growth, so the Chinese are doing something similar, shifting from growth based on heavy industry, investment and exports, to growth based on service industries, consumer spending and imports.

It's possible the Chinese economy could falter as it makes this transition, but they'll get there in the end and this is why it's possible for us to shift from selling them mainly minerals to selling them the goods (fancy Western foodstuffs) and, particularly, the services their growing middle class demands.

We've been talking about this for years, but now it's actually happening. Ray says China is already our largest destination for services exports, taking about 14 per cent of them last financial year.

China is now our second largest source of overseas visitors, and their visitors spend far more than average. More than a million Chinese tourists arrived in 2015.

But get this: those million visits represented only about 1 per cent of China's overseas tourism market. They are so big relative to us that just a tiny share of their market is a big deal in helping us keep growing.

Two other ways globalisation is changing things

We're still learning to cope with a globalised world. Things work a bit differently now, and we have to adjust our thinking accordingly.

Globalisation – the breaking down of barriers between countries – is leading to increased trade between economies and increased flows of financial capital around the world, not to mention greater flows of people.

Another dimension of globalisation that's having big effects without being widely noted is the globalisation of news.

News of important happenings somewhere around the world now reaches most people in the rest of the world with a delay of maybe only a few minutes.

Because humans have evolved to continuously monitor their environment in search of threats, the news that interests us most is bad news. The news media are only too happy to oblige. They ignore all the good things that are happening, and all the everyday things as well, to give us a concentrated dose of any highly unusual, bad thing that's happening anywhere in the world.

The question is whether we're capable of absorbing this quite unrepresentative picture of what's happening around us without unconsciously reaching the conclusion that the world is in much worse shape than it actually is.

One lesson we've learnt is that everything in different parts of the world is now much more interconnected. That's true – particularly in the global economy – but we can take it too far.

The classic example of the heightened economic effects of globalised news was the global financial crisis of 2008, when news of crashing sharemarkets and teetering banks in America and Europe was beamed into living rooms all around the world every night for a month.

Ordinary people in distant countries such as Australia had to judge how this absolutely frightening news might affect them. They assumed the worst. Business and consumer confidence plunged and households and businesses began battening down the hatches, moving money between banks and cutting their spending.

It turned out all our banks were safe. Thanks to our tight supervision of them, they had no "toxic debt". But the government did have to help them when the international financial markets in which they borrowed stopped operating briefly.

The point is, our consumers and businesses were so frightened by all they'd heard about troubles overseas that we could have had a local recession anyway, had the Rudd government – and the Reserve Bank – not acted so quickly and effectively to calm people down with "cash splashes" and news of its plans for stimulus spending.

Now the big news is Greece's financial troubles, about which the media assume our curiosity knows no bounds. The obvious question for news consumers to ask is, how will this affect me?

Short answer: probably it won't. We can feel sorry for the Greeks, or not, but we need to remember Greece is a country of just 11 million people, with an economy representing about 0.4 per cent of the world economy and the tiniest share of our exports.

It is true that, should Greece exit the eurozone, this would raise uncertainly about pressure on the other weak and heavily indebted member countries, and this could lead to the euro currency union coming to a messy end.

If that were to happen – which wouldn't be any time soon – it would have flow-on implications for every country. But you'd have to say that, just as living on a Greek island would be a good way to get as far away as possible from any problem in Australia you were trying to escape, the reverse also applies.

Another way we're still adjusting to how globalisation is changing things concerns the way we've always measured international trade. This story is told in the Productivity Commission's annual report on trade and assistance.

Every country has always measured the "gross" value of its trade. The full value of each exported good or service has been attributed to the last industry that handled the item and to the country it was sent to.

But the advent of "global value chains" – where the production of manufactured goods in particular is spread between countries, with parts coming from various countries to be finally assembled in another country – has made this gross value approach ever more misleading.

So the World Trade Organisation is now making more use of individual countries' "input-output tables" to measure exports on a "value-added" basis. That is, each industry sector that contributed to the production of an export item gets the credit for the value it contributed to the final price.

Doing the numbers on this more accurate basis makes a big difference. The final price of manufactured goods, for instance, includes the value of raw materials provided by agriculture or mining, plus the value provided by service industries such as transport and providers of professional and scientific services.

Looking globally, manufactured goods' share of total world exports drops from 67 per cent to 40 per cent, while services' share doubles to 40 per cent. The shares of agriculture and mining increase from 13 per cent to 20 per cent.

The new story for Australia is different because our exports are dominated by primary products. Using the most recent figures available, for 2008, the commission estimates that manufacturing's share of our total exports drops from 36 per cent to 14 per cent, while services' share jumps from 18 per cent to 42 per cent.

Agriculture's share is unchanged at about 4 per cent, while mining's share drops only a little to 40 per cent.

As for the destination of our exports, looking at the period from 2002 to 2011, North America and Europe's share rose from 23 per cent, measured on a gross basis, to 32 per cent on value-added. The shares of our Asian customers fell.

One lesson: we should worry less about the decline of manufacturing and think more about the rise of the services economy.

Materialist era a qualified success

Tired of obsessing over what happened in the economy yesterday? Let's go to the other extreme and look at what's been happening in the past 200 years, and broaden the focus from poor, ailing Australia to the world.

In October, the Organisation for Economic Co-operation and Development published a report, How Was Life? Global Well-Being Since 1820. It's an extension of the work of great economic historian Angus Maddison.

His life work was to piece together estimates of real gross domestic product for all the big countries and regions of the world between 1820, which he took to be the end of the (first) industrial revolution, and 2000.

This latest study has extended the GDP figures to 2010, but also tried to estimate measures of various other socio-economic indicators of well-being.

It paints a picture of the way economic development has spread throughout the world, raising living standards, widening but then narrowing the gap between incomes, fostering population growth and, when you combine the two, causing great damage to the globe's natural environment.

The world's population was about 1 billion at the start of the 19th century, but has grown to more than 7 billion today. That growth was both a cause and a consequence of economic development and the technological advance it promotes.

Advances in public health, particularly sewerage and clean water, led to falling death rates, which slowly encouraged people to have fewer children. Then advances in medical science took over, eventually including more effective means of contraception.

However, these improvements took a long time to spread from Western Europe and the "Western Offshoots" (Maddison's name for the United States, Canada, Australia and New Zealand) to the rest of the world.

This is the story of the huge challenge the world economy has faced in the past 200 years: how to feed, clothe and house this growing population. Overall, we've done it.

Between 1820 and 2010, the world's average real GDP per person increased by a factor of 10. Multiply that by the sevenfold increase in population and world real GDP rose by a factor of 70.

The first weakness in this materialist success story is obvious: this economic growth was spread very unevenly. In 1820, the richest country, Britain, was at most five times as wealthy as the poorest countries. By 1950, the richest countries were more than 30 times as well off.

Only recently has the spread of industrialisation to China and India, which between them contain about one-third of the world's population, caused global income inequality to begin to decline.

Another indicator the study examines is the movement in the real wages of unskilled labourers. They rise more or less in line with real GDP, suggesting that some income does indeed trickle down, even if it has to be helped along by government interventions such as minimum wages.

During the first half of the 19th century, unskilled wages were above subsistence level only in Europe and the Western Offshoots. Now, however, world unskilled real wages are about eight times what they were then.

They were always highest in the Western Offshoots, with Western Europe catching up only since World War II, and they are still low in south-east Asia and Africa.

Turning to education, in 1820 less than 20 per cent of the world's population was literate, and most of these were in Europe and its offshoots. Today, literacy is nearly 100 per cent almost everywhere, although in south-east Asia, the Middle East and North Africa, it's about 75 per cent, and in the rest of Africa it's only 64 per cent.

Much of the increase in literacy has been achieved since the war and decolonisation. It has been accompanied by rising average years of education in all parts of the world. Levels of global inequality are much lower for education than for income.

At the start of the industrial period, average life expectancy was about 40 years in Europe and its offshoots, and 25 to 30 in most of the rest of the world. Only after the late 1890s did life expectancy start to rise significantly. Now, it's about 80 in the rich countries. Elsewhere, the catch-up started after the war, with most of the other world regions now up to about 60 to 70, and only Africa lagging significantly behind.

Income inequality within particular European and offshoot countries has followed a U shape, declining between the end of the 19th century and about 1970, since when it has risen sharply. In other parts of the world, particularly in China, recent trends have led to greater income inequality.

However, when we look at global income inequality, it was driven largely by increasing inequality between countries, as opposed to within them. It worsened until the 1950s, but has since stabilised.

The other big weakness in the success story is, of course, what we have done to the quality of the environment. There has been a long-term decline in biodiversity worldwide. Emissions of carbon dioxide have been rising since the industrial revolution, with its shift to fossil fuels such as coal and oil.

Although almost all the greenhouse gases that have built up in the atmosphere since the early 19th century are the result of economic activity in the developed countries, China's huge population and remarkably rapid industrialisation mean that it has now taken over from the US as the world's largest emitter.

Something tells me that, from here on, climate change and other environmental damage will be the main factor limiting the spread of industrialisation and prosperity to the remaining less-developed parts of the world.

We own as much of their farm as they own of ours

Did you know that, at the end of last year, the value of Australians' equity investments abroad exceeded the value of foreigners' equity investments in Australia by more than $23 billion?

It's the first time we've owned more of their businesses, shares and real estate ($891 billion worth) than they've owned of ours ($868 billion).

These days in economics there's an easy way to an exclusive: write about something no one else thinks is worth mentioning, the balance of payments. We'll start at the beginning and get to equity investment at the end.

Before our economists decided the current account deficit, the foreign debt and our overall foreign liability weren't worth worrying about, we established that, when measured as a percentage of national income (gross domestic product), the current account deficit moved through a cycle with a peak of about 6 per cent, a trough of about 3 per cent and a long-term average of about 4.5 per cent.

Those dimensions were a lot higher in the global era of floating exchange rates than they'd been in the era of fixed exchange rates (which ended by the early '80s). This worried a lot of people, until eventually economists decided the new currency regime meant there was less reason to worry.

This explains why economists haven't bothered to note that for four of the past five financial years, the figure for the current account deficit as a percentage of GDP has started with a 3. And, as we learnt earlier this month, the figure for the year to December was 2.9 per cent.

So it seems clear that recent years have seen a significant change in Australia's financial dealings with the rest of the world. And the consequence has been to lower the average level of the current account deficit.

The conventional way to account for this shift is to look for changes in exports, imports and the "net income deficit" - the amount by which our payments of interest and dividends to foreigners exceed their payments of interest and dividends to us.

The first part of the explanation is obvious: over the past decade, the world's been paying much higher prices for our exports of minerals and energy. This remains true even though those prices reached a peak in 2011 and have fallen since then.

On the other hand, the prices we've been paying for our imports have changed little over the period. So, taken in isolation, this improvement in our "terms of trade" is working to lower our trade deficit and, hence, the deficit on the current account.

Next, however, come changes in the quantity (volume) of our exports and imports. Here, over the full decade, the volume of imports has grown roughly twice as fast as growth in the volume of exports. Until the global financial crisis, we were living it up and buying lots of imported stuff. And maybe as much as half of all the money spent on expanding our mines and gas facilities went on imported equipment.

The more recent development, however, is that the completion of mines and gas facilities means enormous growth in the volume of our mineral exports - with a lot more to come. At the same time, as projects reach completion there's a big fall in imports of mining equipment. That's a double benefit to the trade balance and the current account deficit.

Turning to the net income deficit, it's been increased by the huge rise in mining companies' after-tax profits, about 80 per cent of which are owned by foreigners. Going the other way, world interest rates are now very low and likely to stay low.

Put all that together and it's not hard to see why current account deficits have been lower in the years since the financial crisis, nor hard to see they're likely to stay low and maybe go lower in the years ahead.

The current account deficit has to be funded either by net borrowing from foreigners or by net foreign "equity" investment in Australian businesses, shares or real estate. This means the current account deficit is the main contributor to growth in the levels of the national economy's net foreign debt, net foreign equity investment and their sum, our net foreign liabilities.

Historically, our high annual current account deficits worried people because they were leading to rapid growth in the levels of our net foreign debt and net total liabilities.

But looking back over the past decade, and measuring these two levels relative to the growing size of our economy (nominal GDP), there's no longer a clear upward trajectory. Indeed, it's possible to say our net foreign debt seems to have stabilised at about 50 per cent of GDP, with net total liabilities stabilising a little higher.

Over the decades, the level of net foreign equity investment in Australia has tended to fall as big Aussie firms become multinational by buying businesses abroad and Aussie super funds buy shares in foreign companies, thus helping to offset two centuries of mainly British, American, Japanese and now Chinese investment in Aussie businesses.

But the net total of such equity investment is surprisingly volatile from one quarter to the next, being affected not just by new equity investments in each direction, but also by "valuation effects" - the ups and downs of various sharemarkets around the world as well as the ups and downs in the Aussie dollar.

Between the end of September and the end of December, net foreign equity investment swung from a net liability of $27 billion to a net asset of $23 billion. This was mainly because of valuation effects rather than transactions, so I wouldn't get too excited.

What it proves is that, these days, the value our equity investments in the rest of the world isn't very different from the value of their equity investments in Oz.

Why the success of the G20 matters

It's easy to be cynical about the G20. Will the meeting of finance ministers and central bank governors in Sydney this weekend, and the leaders' summit in Brisbane in November, amount to anything more than talkfests?

People say the Brisbane summit will be the largest and most important economic meeting ever held in Australia. That's true, but it just means it will be bigger than the Sydney APEC leaders' summit in 2007 - which is remembered mainly for The Chaser boys' Bin Laden stunt.

But though it's easy to be cynical, it's a mistake. It's possible the two meetings this year will prove no more than talkshops, but that would be a great pity. And, since Australia is this year's chair of the group, it's up to Joe Hockey and Tony Abbott to make sure they're worth more than that.

The G20 began in 1999 as a group for finance ministers and central bankers, in the aftermath of the Asian financial crisis, which revealed the need for greater co-operation and co-ordination between governments in responding to crises in the global financial system and, better, making changes to the global financial "architecture" (rules and institutions) that reduced the frequency and severity of financial crises.

The formation of the G20 was a recognition that the G7 (compromising only Europe, North America and Japan) wasn't truly global, particularly because it excluded the emerging BRICS economies - Brazil, Russia, India, China and South Africa.

For a decade or two most of the growth in the global economy has come from the BRICS, and the developing economies now account for more than half gross world product. For a better global spread, the G20 also adds Argentina, Indonesia, Mexico, Saudi Arabia, South Korea, Turkey, the European Union and, of course, Oz. With just these 20, it accounts for 85 per cent of gross world product.

In 2009, in the aftermath of the global financial crisis, the G20 was upgraded from just finance ministers to include summits of presidents and prime ministers, an acknowledgment of the way economic power had spread beyond the North Atlantic. But why do we need these get-togethers?

Because, as Christine Lagarde, boss of the International Monetary Fund, said recently: "The breakneck pattern of integration and interconnectedness defines our times."

It has become unfashionable for the media to talk about globalisation, but it's continuing apace. As Mike Callaghan of the Lowy Institute said last week: "If there is one lesson from the [global financial] crisis, it is the interconnectedness between financial markets. Events in US financial markets had worldwide consequences. We need co-operation to deal with globally operating financial institutions."

These days, global integration is being driven less by deregulation and more by advances in technology, particularly the information and communications revolution. One part of this is the way the internet has globalised the media.

News of an economic calamity in one country is now conveyed to the rest of the world almost instantly. Financial traders in New York or other centres can start moving money out of the affected country in no time. They can then take a set against neighbouring countries they merely fear may have a similar problem, giving rise to a big problem called "contagion", where trouble spreads like a communicable disease.

And TV news that a few banks are tottering in Europe can scare the pants off consumers and business people in countries around the world, prompting them to stop spending until their confidence returns.

But it's not just crises. As Callaghan reminds us, more and more businesses now operate globally. Goods are more likely to be "made in the world", with inputs from many countries rather than just one. So the trade policies agreed by the international community have to adapt to the new reality that such "value chains" are increasingly driving world trade.

Then there's tax. The more businesses that operate globally, the more businesses that are able to exploit loopholes between different countries' tax laws, shifting their profits to countries with low tax rates. This is eroding the tax base of many countries - including ours - so their taxes aren't raising as much revenue as they should be.

In other words, technology-driven globalisation - the ever-reducing barriers separating particular economies - is throwing up problems that can't be solved by individual countries acting individually.

So we need greater communication, co-operation and co-ordination between countries, first, to discourage countries from pursuing "beggar-thy-neighbour" policies - I attempt to fix my problems at your expense, which usually provokes retaliation, so we all suffer - and, second, to find group solutions to the various problems.

The first couple of G20 leaders' summits in 2009 were quite effective in ensuring the Great Recession wasn't as bad as it could have been. But the truth is the G20 has been running out of momentum, resorting to high-sounding rhetoric while getting bogged down in excessive detail.

Considering how crisis-prone the global economy has become, it's important merely for world leaders, treasurers and central bankers to know each other, have face-to-face meetings and phone each other.

But we also need more joint action, and if the G20 doesn't lift its game the big boys will stop coming to meetings and eventually shift their interest to a smaller, more cohesive group which includes China and a few others, but excludes Australia.

Clearly, it wouldn't be in our interests to lose our seat at the top table. That's why it's so important we use our position as this year's chair to get the G20 back on the rails. Many pre-meeting phone calls need to be made by Hockey and Abbott to their counterparts, to gather support on the directions to be taken.

Then they need to chair the meetings effectively, discouraging set-piece speeches and encouraging interchange that improves mutual understanding and makes progress on a limited range of key issues.

A short history of the economy

To me it doesn't seem all that long ago, but looking back I have to admit the economy has changed hugely since my first day as an over-age cadet journalist on February 7, 1974. Some things are worse, but a lot are better.

What strikes me most, however, is the roller-coaster ride we have been on to get from then to now.

In those days, just eight years after we moved from pounds, shillings and pence, TV was still black and white and my new employer had a five-digit phone number. Gough Whitlam was prime minister and Billy Snedden was opposition leader.

An ambitious young suburban solicitor named Howard was preparing to take a seat in Parliament at the election to be held three months later. (Outlasted you, John.)

As a cadet I earned about $100 a week, a big comedown from my former pay as a chartered accountant, but a lot better than the $45.50 a week paid to married pensioners. It would take me some years to get up to the top tax rate of 66.7 per cent, which cut in at $40,000 a year.

Child endowment was 50c a week for the first kid and $1 for the second.

The standard interest rate paid on passbook savings accounts of 3.75 per cent doesn't look too bad today, and the mortgage interest rate of 8.4 per cent probably isn't as low as you expected. But remember that the inflation rate was 14 per cent.

A few years after I joined Fairfax we bought a not-so "ideal first home" in the inner city for $27,000. Its value would have increased at least 20-fold since then. Incomes have also increased a lot, of course, there are a lot more two-income families, and even established houses get ever bigger and better. But, even allowing for all that, we have bid up the prices of houses and units relative to other things.

The rate of unemployment was 2.4 per cent in 1974, which was up from 1.8 per cent the previous year and so considered high. It would hit 4.6 per cent by the time the Whitlam government was dismissed in November 1975.

Almost two-thirds of the labour force was male and only one worker in eight was part-time. Today women account for a bit less than half the labour force and almost one worker in three is part-time. The number of people in jobs has almost doubled to 11.6 million.

These days, a higher proportion of students stay on to year 12 and a high proportion go on to uni. Biggest difference: females have a higher rate of "educational attainment" than males.

Then, almost one in four workers worked in manufacturing (which in those days included John Fairfax Limited, manufacturer of newspapers) whereas today it's about one in 12.

The big jobs growth has been in health, education and all manner of "business services". The fastest-growing occupations have been managers, professionals and associate professionals. Beats blue-collar work.

The value of the Australian dollar was fixed at $US1.49 but, in those days before the advent of the jumbo jet, overseas travel was much more expensive, relative to other things, than it is today.

Forty years ago imports accounted for 13 per cent of the value of all we bought. Today it's more than 21 per cent. But then we exported less than 13 per cent of all we produced, whereas today it's almost 21 per cent.

Thanks particularly to the efforts of Paul Keating and Bob Hawke, our economy is these days a lot more open to the rest of the world. Less of our trade is with America and Europe and a lot more is with Asia - China, Japan, South Korea and India.

When I started my economy-watching, the value of all the goods and services Australia produced in a year was $54 billion. Today it's more than $1.5 trillion. But don't forget consumer prices have increased by 700 per cent since then and the population has gone from less than 14 million to more than 23 million.

Even so, Australia's real income per person has almost doubled, so there's no doubting we are far better off materially.

What price we have paid for this in strained relationships, stress and mental ill-health, greater inequality and damage to the environment is another matter - one we prefer not to think about and put too little effort into measuring.

From the viewpoint of economic news, the timing of my arrival at Fairfax was perfect. In 1974 the postwar Golden Age of low inflation and full employment throughout the developed world came to an abrupt end.
It was ushered out by the first OPEC oil price shock, which hit in late 1973, and the advent of an ugly word to describe a new and ugly state of affairs - stagflation, the combination of high inflation with high unemployment.

It was a turning point in the history of the world economy and the Whitlam government had no idea what hit it. It was undeterred in its efforts to correct 23 years of perceived Liberal backwardness within a three-year term.

But it wasn't just the politicians who didn't get it. It took the world's economists at least a decade to work out why things had gone wrong and how economies should be managed so as to keep both inflation and unemployment low.

It took the rich world's governments even longer to get their economies back in working order and it took longest in Australia, mainly because of the Whitlam government's excesses, which took longer to work off.

When I arrived at Fairfax the economy was booming, with wages set to rise by 25 per cent in a year and prices headed for an inflation rate of 17.7 per cent.

But before the year was out the economy was contracting thanks to a Treasury-inspired "short, sharp shock". Despite Dr Jim Cairns' frantic efforts to revive it, the Whitlam recession had begun.

Malcolm Fraser happily echoed all the "smaller government" rhetoric coming from Maggie Thatcher and Ronald Reagan, but didn't really believe it. He thought it was just a case of not doing the things Whitlam had done and everything would get back to the way it had been before the arrival of the interlopers.

It didn't. He dismantled Medibank because it annoyed the doctors so much, but couldn't bring himself to cut government spending hard. Unlike his treasurer, Howard, he was no economic rationalist.

The economy did pick up a bit. The inflation rate fell, but by September 1982 it was back up to 12 per cent. There was talk of a mining boom, but instead we got the severe recession of the early 1980s, with unemployment reaching a peak of 10.3 per cent just a month or two after the election of the Hawke government.

Hawke's timing was perfect. The drought broke and the recession ended within months of his ascension. He used his Accord with the union movement to cut real wages and the result was very strong growth in employment.

The election of March 1983 gave voters no indication that Labor's treasurer, Keating, was about to completely remodel the economy - though, as Keating reminded the ABC's Kerry O'Brien recently, he did spell out his intentions in an interview with me within a few weeks of taking the job.

Labor floated the dollar, deregulated the banks, reformed the tax system, largely removed protection against imports, privatised most federal government-owned businesses, ended centralised wage-fixing and moved to enterprise bargaining.

It was most un-Labor-like behaviour and many supporters hated it. But with their new-found freedom the banks went crazy with their lending to business, the economy boomed and unemployment got to a brief low of 5.9 per cent in late 1989, which was when the government's frantic efforts to slow the economy took mortgage interest rates to 17 per cent.

The result was the severe recession of the early 1990s, in which unemployment peaked at 11 per cent in the first half of 1992. Because so many businesses had borrowed so much to buy assets now worth a lot less than they had paid, the recession was particularly protracted and the recovery painfully slow.

After Dr John Hewson muffed things, Howard was perfectly placed in 1996 to benefit from all Keating's economic reforms as well as the "recession we [didn't] have to have". Inflation got back under control late in Keating's term, but Howard didn't get unemployment back under 6 per cent until late 2003.

He made few further reforms apart from granting policy independence to the Reserve Bank, introducing the Goods and Services Tax and over-reaching on industrial relations.

Peter Costello steered the ship steadily until the revenue flooding in from the resources boom led him to go crazy with tax cuts and unsustainable superannuation concessions, thus laying the foundations for the present chronic budget problems now being blamed solely on Kevin Rudd and Julia Gillard.

Their failings are too recent to need repeating, but already we've forgotten Labor's greatest macro-economic achievement: limiting the fallout from the global financial crisis to a mild downturn. Anyone could have done it? Don't believe it.

Keating gives Abbott a masterclass

With our neophyte Prime Minister and his Treasurer struggling to find their feet - and a direction to travel in - let's hope they've been watching the ABC's interviews with Paul Keating. If not, they're out on DVD this week.

For those of us who lived through the Hawke-Keating government's extraordinary 13 years - and those who didn't - Kerry O'Brien's four interviews are a reminder of Keating's indisputable claim to be our greatest, most reforming, treasurer.

If you're tempted to doubt that, consider Business Council president Tony Shepherd's description of our economy in the early 1980s. Keating had described it as a "moribund, inward-looking industrial graveyard" and he'd been right, Shepherd said.

"We had a fixed exchange rate, tariffs [on imports] were still high, we were frightened of Japanese investment ... our financial system was tightly regulated, our industrial relations system was centralised, complex and unproductive, and just about every service was provided by the public sector. State ownership extended to banks, insurance, telecommunications, airlines, ports, shipping, dockyards, electricity, gas etc," Shepherd said.

Keating was the instigator of virtually all those reforms. And though many of them weren't opposed by the Coalition opposition, they were radical reforms - brave steps into the unknown - controversial in the community, including among many Labor voters.

O'Brien's interviews reveal Keating in all his strengths and weaknesses. His self-congratulation ("there's nothing there to be humble about"), bravado ("what I love about the Road Runner is he runs that fast he burns up the road behind him; there's no road left for the others"), colourful language ("a pimple on the backside of progress"), disposal of people who got in his way (Bob Hawke, for instance) and revenge against supposed enemies ("don't get mad, get even" - including with Fairfax).

But no leader of this country since John Curtin has more cause for self-congratulation than Keating. No leader is without character failings and Keating's were outweighed by his contribution.

If Tony Abbott and Joe Hockey want their chapter in Australia's economic history to be half as glorious as Keating's there's much they could learn from him, starting with his clear sense of purpose. "I had to make sure this slothful, locked-up place finally became an open, competitive economy."

His vision was of "an efficient, competitive, open, cosmopolitan republic, integrating itself with the Asian region".

"To do what's right and good gives you the surge. Without the surge, what are you? You're just mucking around with tricky press statements, appearances and 'doorstops'." - "You make the political strategy around good policy rather than around trickery."

Keating was a man of courage. "I always believed in burning up the government's political capital, not being Mr Safe Guy." - "You're nobody until you attract a good set of enemies." - "If you run hard enough and fast enough for a great change you'll get it." - "Statecraft and nation building are about taking the risks and moving the country on."

And a man of toughness. "Nations get made the hard way; nation building is a hard caper." - "You've got to elbow your way through." - "In the end, if you want to get the changes through you've got to hold your nerve and squeeze the system."

Does that sound like any present politician? Last week Hockey said he had an "economic plan" focused on building economic growth. Great. At last. What is it?

"It is focused on getting rid of inhibitive taxes and inhibitive regulation that undermines our capacity to be at our best. We need to speed up the Australian economy and ... if we repeal the carbon tax, it will add to economic growth ... when we get rid of the mining tax it sends a clear message to the world that we need mining investment."

Really? That's the best you've got - to undo the reforms of the previous government? To move to a less economically efficient instrument against climate change and undercharge mainly foreign-owned mining companies for their appropriation of our non-renewable resources? That will balance the budget? That's what will lift productivity? Seriously?

According to Abbott last week, "the challenge is always the same: to build the strongest possible economy with lower taxes and less red tape leading to higher productivity and stronger economic growth ... my business - the business of government - should be making it easier for you to do your business".

Really? Easy as that, eh? No need for courage or toughness. No need to do anything that won't win a vote of thanks from the Business Council.

How multinationals rort our tax system

You're familiar, I'm sure, with the Double Irish Dutch Sandwich. It sounds tasty - but only to the big multinational companies that use it to avoid tax. According to the Assistant Treasurer David Bradbury in a speech he gave late last year, it's the device Google uses to pay very little Australian company tax on the profit it makes on an estimated $1 billion a year in Australian advertising revenue.

As Bradbury explains it (using media reports, he says, not inside information), the fine print of contracts Australian firms sign with Google says they're buying their advertising from an Irish subsidiary of Google.

Our rate of tax on company profits is 30 per cent, whereas Ireland's is 12.5 per cent. But that's just the start of the sandwich. The Irish subsidiary then pays a royalty payment to a Dutch subsidiary, but it's then paid back to a second Irish holding company of Google's, which is controlled in Bermuda - which has no company tax.

The media usually attribute the invention of the double Irish to Apple, Bradbury says. But evidence given to the British public accounts committee suggests Amazon paid no tax in Britain despite about $4.9 billion in sales by routing transactions through Luxembourg, where it faced an effective tax rate of 2.5 per cent.

The committee also heard that Starbucks had paid no tax in Britain for three years, despite sales totalling about $1.8 billion - in part because of royalty payments for the use of the brand.

With their government busy raising taxes and slashing government spending to get its budget deficit down, the Brits are pretty steamed up about multinationals not bearing their fair share of the tax burden. Governments in many developed countries are deciding tougher measures need to be taken to curb the multinationals' rorting of the system, and ours is no exception.

It's a problem governments have been grappling with for decades, of course, since the early days of globalisation and the rise of companies with operations in several countries. Then, the game was simply for multinationals to shift their profits to countries where taxes were low. One way to do this was for the part of the company where taxes were lower to sell its products to subsidiaries in high-tax developed countries at inflated prices. The big countries developed rules to limit such ''transfer pricing''.

Another trick was for a subsidiary to borrow from head office most of the capital it needed, with head office then charging an interest payment that absorbed most of the subsidiary's profits. Our ''thin capitalisation'' rule limits interest deductions to $3 of debt for each $1 of share capital, and there's talk this may be tightened in the budget.

In a speech he gave this month, Bradbury says you don't need to be doing business on the internet to use something like a double Irish scheme. ''What you do need is the global presence of a multinational enterprise and the ability to attribute a large part of your profits to intangible assets,'' he says.

And we know intangible assets - such as software, databases, patents, copyright and ''goodwill'' or ''brand value'' - play an increasingly important role in the global economy. In the United States, investment in intangible assets has exceeded investment in tangible assets for more than a decade.

Existing international legal arrangements rest heavily on the notion that income should be taxed in the country of its ''source''. When economic activity was dominated by farms, factories and mines, it usually wasn't hard to see that the source of income was where the factors of production were physically located.

But now ''the increasing importance of intangible capital to production challenges the very idea that we can always objectively determine where economic activity occurs,'' Bradbury says.

All this helps explain the emergence of ''stateless income'' - income that's not taxed in the source country of the production factors that gave rise to the income, nor in the ultimate parent company's jurisdiction. It's income that doesn't belong anywhere for tax purposes.

This, in turn, explains how the profits of US-controlled corporations in Luxembourg are equivalent to 18 per cent of its gross domestic product. For the Cayman Islands and Bermuda the proportions are more than 500 per cent and 600 per cent of those countries' gross domestic product.

Stateless income is not simply a product of transfer pricing abuses, but also arises from decisions about where to place financial capital within a multinational group. It involves exploiting differences in countries' tax systems and hybrid instruments treated as borrowings in a country and shares in another.

Tricks like these can place single-country businesses at a competitive disadvantage. They - and individual taxpayers - are forced to bear an unfair share of the tax burden. But many big-business executives reject the notion that paying a fair share of tax is part of a broader social compact. Tax is just another business cost. If dodging it is legal, morality doesn't enter into it.

The Gillard government is working to ensure our transfer-pricing rules are up with world's best practice and the general anti-avoidance provision of our tax act is broadened to encompass the tricks multinationals try on.

It has asked Treasury to study what more can be done, and will work to improve the information multinationals have to make public about profits and tax payments.

The Organisation for Economic Co-operation and Development has had to lift its game in promoting multilateral action to limit tax rorting by global companies.

The four business gangs that run America

IF YOU'VE ever suspected politics is increasingly being run in the interests of big business, I have news: Jeffrey Sachs, a highly respected economist from Columbia University, agrees with you - at least in respect of the United States.

In his book, The Price of Civilisation, he says the US economy is caught in a feedback loop. "Corporate wealth translates into political power through campaign financing, corporate lobbying and the revolving door of jobs between government and industry; and political power translates into further wealth through tax cuts, deregulation and sweetheart contracts between government and industry. Wealth begets power, and power begets wealth," he says.

Sachs says four key sectors of US business exemplify this feedback loop and the takeover of political power in America by the "corporatocracy".

First is the well-known military-industrial complex. "As [President] Eisenhower famously warned in his farewell address in January 1961, the linkage of the military and private industry created a political power so pervasive that America has been condemned to militarisation, useless wars and fiscal waste on a scale of many tens of trillions of dollars since then," he says.

Second is the Wall Street-Washington complex, which has steered the financial system towards control by a few politically powerful Wall Street firms, notably Goldman Sachs, JPMorgan Chase, Citigroup, Morgan Stanley and a handful of other financial firms.

These days, almost every US Treasury secretary - Republican or Democrat - comes from Wall Street and goes back there when his term ends. The close ties between Wall Street and Washington "paved the way for the 2008 financial crisis and the mega-bailouts that followed, through reckless deregulation followed by an almost complete lack of oversight by government".

Third is the Big Oil-transport-military complex, which has put the US on the trajectory of heavy oil-imports dependence and a deepening military trap in the Middle East, he says.

"Since the days of John D. Rockefeller and the Standard Oil Trust a century ago, Big Oil has loomed large in American politics and foreign policy. Big Oil teamed up with the automobile industry to steer America away from mass transit and towards gas-guzzling vehicles driving on a nationally financed highway system."

Big Oil has consistently and successfully fought the intrusion of competition from non-oil energy sources, including nuclear, wind and solar power.

It has been at the side of the Pentagon in making sure that America defends the sea-lanes to the Persian Gulf, in effect ensuring a $US100 billion-plus annual subsidy for a fuel that is otherwise dangerous for national security, Sachs says.

"And Big Oil has played a notorious role in the fight to keep climate change off the US agenda. Exxon-Mobil, Koch Industries and others in the sector have underwritten a generation of anti-scientific propaganda to confuse the American people."

Fourth is the healthcare industry, America's largest industry, absorbing no less than 17 per cent of US gross domestic product.

"The key to understanding this sector is to note that the government partners with industry to reimburse costs with little systematic oversight and control," Sachs says. "Pharmaceutical firms set sky-high prices protected by patent rights; Medicare [for the aged] and Medicaid [for the poor] and private insurers reimburse doctors and hospitals on a cost-plus basis; and the American Medical Association restricts the supply of new doctors through the control of placements at medical schools.

"The result of this pseudo-market system is sky-high costs, large profits for the private healthcare sector, and no political will to reform."

Now do you see why the industry put so much effort into persuading America's punters that Obamacare was rank socialism? They didn't succeed in blocking it, but the compromised program doesn't do enough to stop the US being the last rich country in the world without universal healthcare.

It's worth noting that, despite its front-running cost, America's healthcare system doesn't leave Americans with particularly good health - not as good as ours, for instance. This conundrum is easily explained: America has the highest-paid doctors.

Sachs says the main thing to remember about the corporatocracy is that it looks after its own. "There is absolutely no economic crisis in corporate America.

"Consider the pulse of the corporate sector as opposed to the pulse of the employees working in it: corporate profits in 2010 were at an all-time high, chief executive salaries in 2010 rebounded strongly from the financial crisis, Wall Street compensation in 2010 was at an all-time high, several Wall Street firms paid civil penalties for financial abuses, but no senior banker faced any criminal charges, and there were no adverse regulatory measures that would lead to a loss of profits in finance, health care, military supplies and energy," he says.

The 30-year achievement of the corporatocracy has been the creation of America's rich and super-rich classes, he says. And we can now see their tools of trade.

"It began with globalisation, which pushed up capital income while pushing down wages. These changes were magnified by the tax cuts at the top, which left more take-home pay and the ability to accumulate greater wealth through higher net-of-tax returns to saving."

Chief executives then helped themselves to their own slice of the corporate sector ownership through outlandish awards of stock options by friendly and often handpicked compensation committees, while the Securities and Exchange Commission looked the other way. It's not all that hard to do when both political parties are standing in line to do your bidding, Sachs concludes.

Fortunately, things aren't nearly so bad in Australia. But it will require vigilance to stop them sliding further in that direction.

How Asia is catching up with the rich West

Asia's transformation into the world's most dynamic economic region has been a defining development of our time. The pace and scale of its rise have been nothing short of staggering.

That's the story according to Julia Gillard's white paper on the Asian century, and it's right.

"Over the past 20 years, one third of the world's population has re-engaged with the global economy and more are set to do so," the paper says. "Living standards for billions of people in Asia have improved at a rate not previously experienced in human history."

Just between 2000 and 2006, about a million people were lifted out of poverty every week in East Asia alone, we're told.

Japan, South Korea, Singapore and, more recently, China and India doubled their income per person within a decade. Some went on to repeat this achievement two or three times.

By contrast, it took Britain more than 50 years to double its income per person during the Industrial Revolution of the late 18th and early 19th centuries.

Why so long? Because the Industrial Revolution was driven by the invention of new technology and it took a while for new inventions to come along and for their use to spread through the economy.

These days, the economy sitting at this "technological frontier" is the US. In principle, the fastest pace at which America's income per person - its material standard of living - can grow is determined by the pace of what today we call "innovation". And that's not fast - say, 2 per cent a year.

So with the rise of Asia we're seeing a phenomenon economists call "catch-up and convergence". Because all the improved machines and better ways of doing things have already been invented and are sitting on the shelf, so to speak, it's not hard for all the countries well back from the technological frontier to catch up with the leader by employing the new productivity-boosting technology. As they do, their standard of living converges on the leading economy's.

This is what happened in the West in the first 30 years or so after World War II. The economies of Europe (and Japan) grew very strongly and closed most of the gap between their living standards and America's.

Now that process of catch-up - and the global spread of the latest technology - has shifted from the developed countries to the developing countries. Japan was the first, followed by South Korea, Hong Kong, Singapore and Taiwan, with China getting going in the 1980s and India in the 1990s. More will follow.

Of course, transforming your economy from developing to developed can't be as simple as taking new technology off the shelf, otherwise all the poor countries of the world would be growing as fast as Asia is.

So how have the Asians done it? What have they got right that the others haven't?

The various countries' success hasn't followed a simple recipe, the paper says, but some common patterns have emerged in recent decades.

Many economists explain Asia's rise mainly in terms of its switch from the post-war policy of "import replacement" (seeking to grow by protecting your industries from competition with imports) to export-led growth.

If, as part of this, you allow foreign multinational corporations to set up factories in your country, they bring in the capital need to pay for building those factories, as well as access to the latest foreign technology and the knowledge of how to use it, which ends up being transferred to local technicians and managers and spreading to local firms.

But that's not how the white paper tells it. "Nearly all the high-performing Asian economies deliberately set out to support prosperity by investing in people, building capital and undertaking institutional change, including expanding the role of markets," it says.

Asia's young people enjoyed marked improvements in their access to education and its quality as governments invested in their youthful populations and dramatically transformed their education and training systems.

"With the benefits of a good education and employment-creating reforms, large numbers of young people have become productively employed as they reached prime working age."

Open global trading systems (created by the successive rounds of multilateral reductions in protection under the predecessor to the World Trade Organisation, to whose trade-promoting rules China signed up in 2001) and the construction of vital infrastructure to reduce transport costs have been drivers of integration between Asia and the rich economies, but also between the Asian economies themselves.

Intricate regional production networks have emerged, along with increased flows of "intermediate goods" (components) between countries in the region. Specialisation within the region, and the consequent economies of scale, have given the region a powerful advantage, particularly in manufactures.

Here's a point that ought to be obvious to older Australians - since they've been able to observe it over their lifetimes - but too few people understand: Asia's most successful economies have continually evolved.

"As incomes have risen in population-dense economies such as Hong Kong, Japan, South Korea and Taiwan, and as their labour-intensive activities have become less competitive, Asia's high performers have refocused their production on new areas of consumer demand - developing domestic markets and specialising in high-skill activities."

What oldies should have noticed is the way, over the years, the production of simple, labour-intensive goods - such as clothing, footwear and toys - has migrated from one country to another.

Why? Because, contrary to the propaganda of the unions and the Left, Asian workers get their cut from being exploited by wicked "transnational corporations".

As countries' economies grow, workers' real wages rise.

As well, a fair bit of the prosperity is ploughed back into raising the education level of the workforce.

Eventually, the workers' labour gets too expensive to continue using them to produce simple labour-intensive goods, so production of such goods shifts to the next, undeveloped Asian country.

In the first country, production shifts to using the more-skilled workforce to make more sophisticated manufactures. As well, more of the country's production shifts from export to being bought by the now-more-prosperous locals.

The white paper predicts, as this evolutionary process continues, within 13 years - 2025 - China will be the world's biggest economy, India will be third, Japan forth and Indonesia 10th. China will account for a quarter of gross world product and Asia for almost half.

White paper shows way to Asian century

When governments make grand policy unveilings, as Julia Gillard has with her white paper on the Asian century, it’s terribly tempting for people in jobs like mine to sit back and criticise. After all, unlike you and me governments tend to be less than perfect.

If you’re disposed to criticise, there’s never a shortage of material - particularly if you’re prepared to offer mutually inconsistent criticisms, or shift your angle of attack from one week to the next.

Sometimes the media are so eager to fan controversy they hardly pause to summarise the content of a 300-page document before launching into their own and other people’s criticisms. And no matter how weighty the subject matter, you can bet it’ll be done and dusted within a week.

I prefer to be a little more considered, even more co-operative with our elected leaders (and nor do I regard a diet of unrelieved negativity as a smart way to sell news). So, though I have some major criticisms of my own, I’ll leave them for another day.

Throughout the life of the Rudd-Gillard government people have criticised its failure to articulate an ‘overarching narrative’ - an encompassing story of what Labor stands for and what it’s on about. A vision of the future; something that gives meaning and direction to our national life.

Well, it may have taken five years, but here’s Gillard’s best shot. It’s not, as some have imagined, the report of another committee headed by Dr Ken Henry; it’s a white paper, a firm statement of government policy intention.

So what do the critics say? It’s just more talk. Where are the new decisions? When will we be getting them? What about my pet project?

You may say this is a narrative with an arch that stretches from the economic to the commercial via the financial (and I may agree), but that makes it an accurate depiction of the breadth of this government’s priorities.

Some say suspiciously that the white paper includes a mention of just about every project Labor is working on: the carbon price, the national broadband network, education reform etc. Sure. That’s what overarching narratives do.

It’s a vision of increasing our material prosperity by ensuring we fully exploit the opportunities presented by our proximity to Asia, which is transforming itself from poor to rich within the short space of our lifetimes.

Within that limited purview, it’s on the right track. It’s hard to imagine our equally materialist opposition disagreeing - though you can be sure it will find plenty to criticise.

The white paper says that, to succeed in this objective, Australians need to act in five key areas. First, we need to build on our own economic strengths. In particular, we’ll need ‘ongoing reform and investment’ across ‘the five pillars of productivity - skills and education, innovation, infrastructure, tax reform and regulatory reform’.

Second, we must do more to develop the necessary capabilities. ‘Our greatest responsibility is to invest in our people through skills and education to drive Australia’s productivity performance and ensure that all Australians can participate and contribute.’

Third, we need businesses that are highly innovative and competitive. ‘Australian firms need new business models and new mindsets to operate and connect with Asian markets.’

Fourth, we need stable defence security within the region. And finally, we need to strengthen our relationships across the region at every level. ‘These links are social and cultural as much as they are political and economic.’

It’s easy to say there’s nothing new in the white paper. We already knew about the rise of Asia. And prime ministers have been banging on about our need to get closer to Asia since Malcolm Fraser.

It’s all true. But it misses the point. The experts may be full bottle, but public doesn’t know as much about Asia as it should; this is an attempt to lift our ‘Asia literacy’ as well as getting more study of Asia and its languages into curriculums.

And governments bang on about a lot of things; this is a decision to give our relations with Asia top priority. This is a long-term project and it didn’t start yesterday. It doesn’t hurt to have a grand renewal of our commitment. It maybe old to us oldies, but to our kids it’s new and sparkling.

The white paper seeks to dispel a lot of misperceptions among Australians. For one thing, it’s not just about China. It’s also about India, South Korea and developing Asia in general - and hugely populous Indonesia in particular.

For another, it’s not just about mining. Though the mining boom has further to run, it’s also about selling a lot more food and fibre to Asia at much higher prices, and supplying Asia’s burgeoning middle class with education, tourism, sophisticated niche manufactures and many services.

But deepening our economic (and, inevitably, social and cultural) relations with Asia is two-way street. Exporting more to Asia will mean importing more from it (giving the lie to criticism this is about exploiting the poor people to our north)
And increasing our business investment in Asia will mean accepting more Asian investment in our businesses.

And, as we’ve already seen with the mining boom, maximising our benefit from the rise of Asia will inevitably mean accepting change and upheaval in our economy. The more we try to preserve the world as it was, the more we pass up the opportunities Asia presents.

The other bad news is that full benefit from Asia isn’t something this government or any other can deliver us on a plate. It needs to be a national effort, with most of the heavy lifting done by business, schools, universities, unions and individuals.

The Asia boom is just getting going

Have you noticed how joyfully the media trumpet the bad news they seek out so assiduously? The latest is that the resources boom is finally busting. O frabjous day! Callooh! Callay!

It's true the prices we're getting for our exports of coal and iron ore, having lifted the terms on which we trade with the rest of the world to their most advantageous level in 200 years in the September quarter of last year, have been falling ever since and have further to go.

It's true China's economy has slowed markedly in recent times and this, combined with the fall in export prices, has prompted some of our smaller mining companies to shelve their plans for new mines.

And last week the Reserve Bank warned the peak in mining investment spending was likely to occur next year and reach a lower level than earlier expected. Fearing a slowdown in the economy, it cut the official interest rate another notch.

So, is this the dumper many people have feared? Is the much ballyhooed resources boom about to disappear into the history books?

Don't be misled. As the secretary to the Treasury, Dr Martin Parkinson, argued last week, it was always misleading to think the resources boom, being just another boom, would soon bust, leaving us in the lurch with nothing to show but holes in the ground.

For a start, it's a bit previous to be kissing the boom goodbye. Spending on the building of new mines and liquefied gas plants is expected to keep growing strongly for another year before it starts to fall back. Even then it will stay way above what we normally see for several more years.

Coal and iron ore prices may be falling, but don't imagine they'll return to anything like what they were. At their best, our terms of trade - the prices we get for our exports relative to the prices we pay for our imports - were almost 80 per cent better than their average throughout the 20th century.

The econocrats now expect that, by 2019, they will have collapsed to a mere 50 per cent above that 100-year average. Nothing to show for it? This means we'll remain wealthier than we were (our exports will continue buying far more on world markets than they used to).

Taken by itself, this lasting improvement in our terms of trade suggests another thing we'll have to show is a dollar that stays well above the US70? or so it averaged in the decades following its float. That means a dollar that remains uncomfortably high for our manufacturers and tourism operators.

All this ignores a further benefit from the resources boom which, though it's already started, is largely still to come: vastly increased quantities of coal, iron ore and natural gas for export. This, too, adds to our wealth.

Before the start of this supposed here-today-gone-tomorrow "boom" - which began almost a decade ago - mining accounted for less than 5 per cent of the nation's total production of goods and services. Its share is now well on the way to 10 or 12 per cent.

At the same time, manufacturing's share will continue its decline from about 15 per cent in 1990 to 12 per cent at the start of the boom and 8 per cent today to maybe 6 per cent by the end of this decade. (Much of this decline, however, is explained by the faster growth of the services sector as we, like the rest of the rich world, move to a knowledge-based economy.)

So yet another lasting effect of this fly-by-night boom is a marked and lasting change in the structure of our economy. To the consternation of some, the non-services part of our economy is becoming less secondary and more primary.

The underlying reason for this shift is the same reason it was always mistaken to imagine this is a transitory commodity price boom like all those we've seen before: the economic emergence of the developing world, led by Asia.

With the industrialisation of China and India, the globe's centre of economic gravity is shifting from the North Atlantic to the Indian and Pacific oceans. It's happening so fast it's visible to the naked eye. All the economic troubles of the Europeans and Americans are speeding it up, not slowing it down.

Remember how the world's richest 20 per cent owned 80 per cent of the wealth? Forget it. The poor countries already account for half the world's annual production of goods and services. Over the next five years, they'll account for three-quarters of the growth in world production.

So we're witnessing a tremendous change in the structure of the world economy, something so big economic historians will still be talking about it in 200 years' time. Is it surprising the effects on our economy are so big and so lasting?

We're greatly affected because of our proximity but also because our economy is so complementary to the emerging Asian ones. We have in abundance what they need in abundance: primary commodities. Their need for our raw materials will roll on for decades, including as Indonesia transforms itself from the world's fourth most populous country to its fourth richest.

This raises the final reason the mining boom shouldn't be lightly dismissed. As Parkinson reminded us, it's just the first wave of change arising from the Asian century. Next comes the rural boom as global demand for agricultural produce surges.

The third wave is the global growth in the middle class - from half a billion to more than 3 billion souls - with its growing demand for better services, goods and experiences. Just another passing boom?

GLOBALISATION - the importance of an economically literate Australia

Just as the media have lost interest in talking about globalisation it’s starting to have big effects on Australia and on the daily lives of Australians. Often, the consequences of globalisation are buried too deep to be visible to the untrained eye, but that doesn’t change the reality. Why are overseas holidays a lot cheaper these days? Why are a lot of factories laying off workers? Why have the banks started putting up interest rates off their own bat, or not passing on all of the cuts in rates? Why isn’t my super doing as well as it used to? Why are the retailers always complaining? Why do the mining companies keep running all those ads telling us what great guys they are?

The short answer to all those questions is ‘globalisation’. Whenever something changes in Australia we have a tendency to look around us for an explanation. Increasingly, however, the explanation comes from elsewhere in the world. If we want to understand what’s happening to our lives - the forces shaping our lives - we need to understand globalisation: what it is, what’s driving it, how it affects us and where it’s taking us. To be economically literate - to have an understanding of what’s going on - Australians need to understand the process of globalisation. For many of our students, high school is the main chance they’ll have to learn about a largely invisible force that’s influencing their present and their future.

What is globalisation?

Globalisation is a process - a process by which the natural and human-made barriers between countries are being reduced. The natural barriers of time and space are being reduced by advances in technology, particularly the information and communications technology revolution. The human-made barriers between countries are being reduced by deregulation - governments pulling down or greatly liberalising the rules and regulations they have made to keep their economy separate from other economies. Sometimes governments pull down their barriers because advances in technology have made it easy to get around them. The point is that, as the barriers between countries and national economies are reduced, more of the forces changing our lives are coming from abroad.

The back story

I suppose you could say the process of globalisation began with the first trade between countries, by ship or on the Silk Road. But it’s generally held that the first wave of globalisation began in the late 19th century, with the spread of steel-hulled steamships, mass migration to the New World and the invention of the telegraph and laying of undersea cables. This first wave was brought to a halt by World War I and reversed by the protectionist reaction to the Great Depression.

The second wave began slowly after World War II, with the successive rounds of reductions in import duties and restrictions on trade under the General Agreement on Tariffs and Trade, developments in transport (including invention of the jumbo jet), information processing and telecommunications, the development of offshore financial markets and the advent of the multinational company.

At first the great increase in trade was between the developed countries themselves. But then the developing countries - particularly in Asia - began switching their development strategies from ‘import replacement’ (attempting to develop manufacturing sectors behind high barriers to imports) to export-led growth. Developing countries began lowering their protection, and the last round of multilateral reductions in import restrictions under the GATT - the Uruguay round of 1994 - saw many developing countries (including China) joining the newly formed World Trade Organisation.

The emerging economies

The greatly increased trade and flows of foreign direct investment between the developed and developing countries led to strong growth in many developing countries - particularly in Asia. Multinational companies set up manufacturing operations in these countries and transferred the latest technology, effectively spreading the industrial revolution and fostering rapid industrialisation and urbanisation. The most rapidly advancing economies - which are moving from poor to middle-income - are now referred to as ‘emerging economies’. Some countries - including South Korea and Singapore - are now classed among the high-income countries, as developed rather than developing.

Before the industrial revolution began in Europe in the late 18th century, the two biggest economies were China and India. That was on the strength of their big populations. Because China and India remain the two most populous countries, and because their economic emergence began earlier than many other developing countries, their development is shifting the world’s centre of economic gravity from the North Atlantic (America and Europe) towards Asia.

The standard pattern of economic development established in Asia in the decades since World War II has been the production for export of simple, labour-intensive manufactures such as textiles, clothing and footwear, taking advantage of the main thing the poor countries have to offer the world: an abundance of poorly educated but cheap labour. As this early trade starts to lift national income, the level of education and skill rises and the country progresses to producing more elaborately transformed manufactures. Although some people in rich countries imagine it’s not happening, education, skills and national income rise and so do real wage levels. Eventually, labour becomes too expensive for the country to continue producing simple, labour-intensive manufactures, so this production moves to other poor countries that are just starting out on the road to development. Countries that export also have to import; they tend to import those raw materials they don’t produce domestically and capital equipment for further economic development. Initially, economic development probably adds to income inequality in the emerging economies, even while lifting many people out of absolute poverty. Eventually, however, rising real wage rates should work to reduce inequality.

Changing world trade patterns

Historically, the developed countries have been importers of raw materials - food, fibre, minerals and energy - and exporters of manufactures. Much of the growth in their trade with each other since the war has been based on high levels of specialisation - ‘intra-industry trade’ (eg trade between the car makers in different countries) rather than on comparative advantage. Most of their economic growth has come from growth in their services industries - health, education, business services, culture and recreation - most of which hasn’t involved overseas trade.

With the rise of the emerging economies and particularly China, however, much of the world’s manufacturing activity is moving to Asia, causing manufacturing to contract in developed economies and faster growth in their sophisticated services sectors. But the ICT revolution is also making it possible for some services to be traded between countries. Initially this has involved the ‘outsourcing’ of fairly menial jobs such as call centres and data processing, but it is growing to include such high-end services as software development and sub-editing.

Many people in the developed economies are alarmed by the shift of jobs in manufacturing and services to the cheap-labour countries. They see it as a loss with no corresponding gain. Some have even convinced themselves there’s no gain to the cheap-labour countries because multinationals appropriate all the profits. They imagine that because we would not want to work for such pay and conditions, workers in the poor countries are being exploited and gain little. In truth, the poor countries gain greatly from their export income and local workers are keen to get a job and earn an income, particularly the generally better-paying jobs offered by foreign multinationals.

The gains from trade are mutual, though not necessarily equal. Rich countries (and their workers) gain from their access to cheaper manufactures and services, and also from their access to bigger markets for their exports. This is not to deny that the outsourcing of jobs causes pain to workers displaced from their jobs and needing to find new ones, nor that the benefits from trade with poor countries may be shared unequally.

Emerging economies take the running

For many decades, the United States and the other developed countries made the running for the global economy; their growth largely determined the world’s growth. Now, however, China, India and the other emerging economies have expanded to the point where they account for more than half of gross world product (when countries’ GDPs are combined after adjusting to achieve purchasing power parity), and for at least a decade their growth has accounted for most of the annual growth in gross world product. With the North Atlantic economies still mired by the GFC, this is likely to become even truer for at least the rest of the decade, which will hasten the shift in the world’s economic centre towards Asia. Similarly, whereas the cycle in world commodity prices used to be driven by the North Atlantic economies’ economic cycle, now Asia’s cycle - and its more structural demand - will drive.

Australia and the rise of Asia

Whereas the usual pattern is for developed countries to import raw materials and export manufactures, Australia’s huge endowment of national resources means for us it has always been the other way round: we tend to mainly export rural and mineral commodities and mainly import manufactures. For most of the 20th century it looked like we were getting the losing end of the stick. World trade in commodities wasn’t growing much and prices were stagnant, whereas trade in manufactures was growing strongly with ever-rising prices. About the time of the Sydney Olympics, in 2000, it was fashionable for foreign businessmen to condemn us as an ‘old’ economy.

What changed all that was the emergence of the Asian economies, led by China. When countries start to develop they require huge amounts of steel - to make exports but also for building factories, railways, bridges, buildings and even roads. When their consumers become more prosperous they want to buy appliances and cars made of steel. It just so happens that Australia is one of the world’s chief producers and exporters of the two main components of steel: iron ore and coking coal. China’s booming demand for coal and iron ore caught the world’s producers off guard, causing global demand to outstrip global supply, forcing prices up to unknown heights. The main commodity exporters are now rushing to expand supply. As they do prices will fall back.

Since the early noughties we’ve been selling China and India ever-growing quantities of iron ore and coking coal, plus steaming coal for use in power stations, all at exceptionally high prices. This is the origin of our resources boom which, as prices start to fall back, is continuing in a boom of investment in the construction of new mines and natural gas facilities. As this additional production capacity comes on line, the volume (quantity) of our exports of coal and iron ore will be expanding, even as the prices we get for them ease back.

Studies of the stages in the economic development of other, now-developed Asian economies - such as Japan and South Korea - suggest the period during which a rapidly developing economy needs exceptional amounts of steel can last for 20 or 30 years. This explains why the resources boom is regarded as more structural (lasting) than cyclical (temporary). It also explains why the lasting increase in demand for our mineral and energy exports will bring about a change in the industrial structure of our economy. The mining industry will account for a significantly higher proportion of GDP, and its expansion will attract labour and capital from other Australian industries, whose share of GDP will decline.

The rise in the value of the dollar, which has accompanied the rise in the export prices we receive, has worsened the international price competitiveness of our export and import-competing industries, particularly manufacturing, but also tourism and the education of international students. This has the effect of reducing those industries’ sales and profits. Some manufacturers have been hit hard, with factories closing and workers being laid off. The manufacturers are demanding additional government assistance, and get much sympathy from the public. But economists point out that the high dollar and its contractionary effect on manufacturing is actually part of the market mechanism that is helping to shift resources from the contracting manufacturing to the expanding mining. This, of course, doesn’t stop the process being very painful for the manufacturers and their workers.

The high dollar is one of the main ways ordinary Australians are benefitting from the resources boom. It is redistributing income from the miners to all those firms and consumers who buy (the now-cheaper) imports. Everyone who has taken advantage of the strong dollar to go on an overseas holiday is sharing in the benefits from the resources boom, whether or not they realise it. Even so, because the miners are doing so well from the boom they have been seeking to reduce public resentment of their good fortune by running advertisements pointing to all the good things they are doing in the community.

As China and India develop economically they are acquiring a larger and prosperous middle class, which is expected to grow considerably over the next 20 years. The growth of Asia’s middle class will increase the opportunity for greater Australian exports to Asia of food (meat, wheat and dairy products), manufactures and tourism.

The digital revolution

No technological development has done more to break down the barriers between countries than the digital revolution, particularly the spread of the internet, which is now being accessed more easily via tablet devices and smart phones. This is greatly benefitting the users of the internet, but is forcing considerable structural change on many industries.

The internet has undermined the ‘business models’ - the traditional way of selling products - of the music industry, film and television and, with the advent of the e-book, publishing and bookselling. The newspaper industry is being turned on its head by the shift of classified and display advertising and news to the internet and other digital ‘platforms’. The internet is also making many formerly non-tradable services tradable.

The retail industry is being hit and forced to change by a host of different forces: the end of the period in which households were reducing their rate of saving, thus allowing consumer spending to grow faster than household incomes; and consumers’ preferences shifting from goods to services. But the biggest challenge is coming from the digital revolution. People are using their smart phones in stores to compare prices with those offered by other stores and then demand discounts. And people are using the internet to buy online, including from overseas sites. This is not yet having a big effect on retailers, but it will in coming years. Retailers complain that people buying on the internet usually avoid having to pay the GST, and that the high dollar is making overseas prices more attractive. But these are not their biggest problem. It’s that multinational companies are used to selling identical books, CDs, DVDs, software, shoes and many other things at different prices in different countries. That is, for many years many big companies have engaged in international price discrimination, generally charging much lower prices in America than in Britain, with highest prices in Australia. The internet is breaking down this discrimination and will eventually force down many Australian prices.

Financial integration

Since the 1980s, reductions in the cost of telecommunications and deregulation have been turning the many national financial markets increasingly into one big set of global financial markets. As part of this, most developed countries have floating exchange rates, with the level of those exchange rates now affected less by trade flows (the current account of the balance of payments) and more by short-term capital flows (the capital account). This has increased the frequency of financial crises, such as the Asian financial crisis of 1997-98 and the global financial crisis of 2008-09.

Greater financial integration added to the severity of the GFC and the speed with which it spread around the world. While the crisis was centred on America’s sub-prime home loan debacle, it turned out many of these toxic assets had been bought by European banks. The globalisation of the media meant news of bank failures in the US, Britain or Europe was beamed into living rooms in all the countries of the world, almost in real time. This frightening news caused an instantaneous slump in business and consumer confidence in virtually every country, including many not directly affected by the crisis, such as Australian and China and the other emerging economies.

World recessions are usually sequential - some countries are still going in while others are coming out - thus making them less severe. But the world recession precipitated by the financial crisis was highly synchronised because of the integration of global financial markets and the globalisation of the news media. This contributed to the severity of the recession.

The greater integration of financial markets has increased the likelihood of ‘contagion’ - when one country gets itself into difficulty, this may cause the financial markets to lose confidence in neighbouring countries, whether or not they have the same degree of problems as the original country. After the tiny Greek economy got into difficulties within the euro area, European officials worried the market’s loss of confidence could spread to Portugal, Spain and even Italy.

Globalisation has increased the number of ‘channels’ through which economic difficulties in one country are transmitted to other countries. Formerly, the main channel was international trade. Now there’s a financial channel, where problems with the finances of one country lead to a global rise risk premiums, increasing borrowing costs in many other countries. And there’s a psychological channel, where bad news from one part of the world can damage business and consumer confidence in other countries, even those not directly affected.

The GFC and its aftermath in the US and Europe have had a big effect on our banks, even though they had been tightly supervised by our authorities and held few of the assets that became toxic. The world’s central banks have tightened their rules for the world’s banks, requiring them to hold higher proportions of shareholders’ capital and higher proportions of their funds in liquid form. This has increased the costs facing our banks along with other countries’ banks. Before the GFC, our banks obtained a high proportion of the funds they needed to relend to Australian customers from short-term borrowing in overseas markets. At the time, these funds were very cheap. But their price increased greatly as a result of the crisis. After the crisis, our authorities realised our banks’ heavy reliance on short-term foreign borrowing made them vulnerable to further international crises. So they required the banks to borrow for longer periods overseas and to rely more on domestic deposits. The greater competition between our banks to attract local deposits has greatly increased the interest rates they have to pay on those deposits (to the benefit of Australian savers). They’ve also had to pay more for their longer-term foreign borrowings. This has increased our banks’ cost of borrowed funds quite independently of changes in the official cash rate. And it explains why the banks have been increasing their rates without reference to the cash rate and cutting rates by less than the full fall in the official rate. The Reserve Bank has retained its control over market interest rates by cutting its cash rate by more than it otherwise would have.

Our sharemarket is another of the financial markets that has become more globally integrated in recent decades. Being one of the first markets to open each morning, it takes its lead from what happened on Wall Street overnight. You would hope that, eventually, the value of an Australian company’s shares will reflect that company’s own prospects. In the short-term, however, our market tends to reflect the worries of investors in Wall Street and Europe. And the prospects for those economies are not bright at present.

Rise of multinationals threatens our tax collections

As the world's centre of economic gravity shifts towards Asia, the process of globalisation - the breaking down of barriers between countries - is speeding up. This means there's no shortage of challenges looming for our political leaders.

They'll pop up in many areas, but in a speech earlier this month the boss of Treasury's revenue group, Rob Heferen, outlined those affecting taxation. He says our present tax system, which relies heavily on taxing income - whether of individuals (48 per cent of total federal tax revenue) or companies (22 per cent) - will come under increasing pressure.

Since the introduction of full dividend imputation in the late 1980s - under which Australian shareholders get a tax credit for the company tax already paid on their dividends - the main purpose of company tax has been to tax profits earned by foreign shareholders.

But globalisation is increasing the "mobility" of capital (and to a lesser extent, labour), making it easier to shift to countries where tax rates are lower. Heferen says this is particularly true for multinational companies (including Australian multinationals), which now account for about a quarter of global production.

Multinationals have considerable latitude in choosing where to locate their production, making them more sensitive than other businesses to the tax rates that apply to them. Of course, many other factors will also influence such decisions: the quality of the labour force, the adequacy of the infrastructure, the rule of law, access to raw materials and access to markets for their products.

Multinationals also have some latitude in deciding in which country they'll declare their profits, notwithstanding rules that attempt to limit profit-shifting. In the case of profits, tax is likely to be a primary driver, maybe the primary factor.

"So setting tax policy to deal with multinational enterprises is an increasingly difficult task," Heferen says. "Policy should support innovation and attract investment, but also help uphold the integrity of the corporate tax system."

Because of the greater competition for foreign investment, policy makers must take into account how other countries tax multinationals, as well as the wide range of successful tax planning strategies available for companies to use.

You can see these difficulties in rules about "transfer pricing". "When a firm 'trades' with itself across borders, we want to ensure it is using the prices an independent party would have paid, rather than manipulating prices to gain a tax advantage," he says. "But this principle can be very difficult to enforce in practice. There are many goods which are either proprietary [in house] or rarely traded, so there may be no market price for the asset."

Then there's the effect of financial innovation. It's now easier than ever to move funds between countries at little cost and to re-characterise financial assets from debt to equity or vice versa. These options place further pressure on the system and help firms seeking to minimise their worldwide tax.

This matters because Australia, like many countries, treats debt and equity differently for tax purposes. The problem is compounded by countries using different definitions of debt and equity.

Another problem arises from the increasing role of intangible assets - such as brands, copyright and other intellectual property, customer lists and internal processes - which are often the result of much spending on research and development or marketing.

Investment in intangible assets is growing faster than investment in tangible assets such as machines and buildings. Since intangibles have no fixed, physical form, it's much easier to relocate them to low-tax countries. Pfizer and Microsoft have moved much of their research and development to Ireland.

Going the other way is the taxation of natural resources. Unlike other resources, these are immobile. You can either develop the site or leave the stuff in the ground. And the profitability of their exploitation often depends on natural factors: the quality of the ore, or how easily it can be got at.

Because world prices are still so high, our largely foreign-owned miners are making profits far in excess of those needed to make these projects a worthwhile investment.

Taxing the gap between profit and the level needed to induce investment won't discourage investment and this is part of the rationale behind the Minerals Resource Rent Tax.

Research suggests other small, open economies like us have configured their tax systems to rely less on income taxes and more on taxes levied on less internationally mobile bases, such as resource rents, land and consumption.

"However, raising taxes on some immobile bases, most notably consumption, may also have implications for the fairness of the system, its social acceptability and the ability of the government to redistribute income," Heferen says. On the other hand: "In the longer term, if we opt to keep relying on mobile bases for a high proportion of revenue, we may see increased risks for tax-base erosion and stronger disincentives for capital investment and for individuals to acquire productivity-enhancing skills."

So, is there any way around this unpalatable choice? Heferen says one answer may be finding a different base for company tax.

The standard choice is between a "residence" base (you tax Australian companies on their world-wide income, but don't tax foreign companies operating in Australia) and a "source" base (you tax all companies just on their income from production in Australia, but don't tax Australian companies on their income from foreign production).

Like most countries, we've chosen the source base (though, strangely, not for capital gains). But some leading academics have suggested we move to a "destination" base, where we'd tax companies' profits on sales they made to Australian final consumers, regardless of where production occurred.

In practice, this would be a source-based tax, but with adjustments made for exports and imports. It would eliminate the incentive for companies to shift their location or their earnings to other countries.

This seems a strange approach for a country like ours, with our mineral exports being so profitable, but maybe this could be fixed with adequate resource rent taxes.

And Heferen says we shouldn't "underestimate the power of structural change in the global economy to shape policy in new and unexpected ways".
