Midyear forecasts do add up - sort of

Did you catch the apparent contradiction in this week's mid-year budget update? It left unchanged the forecast that the economy would grow by 2.5 per cent this financial year, but then blamed a weaker-than-expected economy for most of the $10 billion blowout in the expected budget deficit.

How on earth is that explained? By a widening gap between real gross domestic product and nominal GDP.

We tend to focus on the growth in real GDP - GDP adjusted for inflation - as the best guide to how many additional jobs are being created and, in normal circumstances, what's likely to be happening to our material standard of living.

Trouble is, as former treasurer Wayne Swan kept saying, we live - and work, earn income and pay taxes - in the nominal economy, not one that's already been adjusted for inflation.

At budget-time Treasury was expecting nominal GDP to grow by 3 per cent and real GDP by 2.5 per cent, implying that the prices of all goods and services Australia produces would rise by 0.5 per cent.

Now, however, it's expecting nominal GDP to grow by just 1.5 per cent, implying it's expecting the overall price of the stuff we produce to fall by 1 per cent.

So initially Treasury was expecting "producer" prices to rise only a little overall and now it's actually expecting them to fall. Why? Because of falls in the prices our producers of commodity exports receive, particularly for iron ore.

The budget in May assumed the price of iron ore would stay at $95 a tonne, but now Treasury's assuming it will stay at its recent level of $60. Lower export prices mean lower mining company profits which, in turn, mean lower collections of company tax - by $2.3 billion this financial year, and more in subsequent years.

But there's another major factor contributing to the lower growth in nominal GDP: nominal wage rates are now expected to grow by only 2.5 per cent, not 3 per cent. This (plus lower growth in employment) is expected to reduce the growth in collections of income tax by a further $2.3 billion.

Adding a few other items, expected total tax receipts have been cut by $6.2 billion, with all the delays and deals in the Senate explaining most of the remainder of the $10 billion increase in the now-expected budget deficit of $40 billion.

The mid-year document says that if nominal GDP grows by only 1.5 per cent in 2014-15, this will be its weakest growth in more than 50 years. But the truth is nominal GDP has been growing by much less than its usual 5.5 per cent or so (real growth of 3 per cent plus inflation of 2.5 per cent) ever since mining export prices peaked in 2011.

The writedown in expected tax receipts of $6.2 billion this financial year increases to $31.6 billion over the four years of the "forward estimates". And that brings the total writedown in tax receipts since the Abbott government was elected to more than $70 billion.

Wow. The prices we get for our mining exports have been falling much further and faster than Treasury has expected. Of course, the rot set in during Julia Gillard's term. It was the biggest reason she failed to keep her promise to get the budget back to surplus in 2012-13.

Back then, Joe Hockey was having none of Swan's claim that nominal GDP and tax collections had collapsed under him. No, there was just a single explanation for the continuing budget deficit: Labor's uncontrolled spending.

Different story now you're Treasurer, eh Joe. You've got it right now.

But there's a lesson in this week's budget blowout for Labor, too. In last year's mid-year update, Hockey produced an estimate for the 2013-14 budget deficit of $47 billion, up $17 billion on the $30 billion the secretaries of Treasury and Finance signed off on during the election campaign.

About $10 billion was creative accounting and other dubious transactions Hockey claimed were Labor's fault. The remaining $7 billion was explained by Treasury revising down its forecasts for employment and wage growth and, hence, tax collections.

Former Labor ministers were convinced Hockey lent on Treasury to make its revenue forecasts worse than they needed to be and so make Labor look bad. My guess, however, is that Treasury had been over-forecasting revenue for so long it seized the opportunity to try to get ahead of the game and, if anything, start under-forecasting revenue.

Subsequent events have confirmed the wisdom of Treasury's downward revisions at that time. They proved pretty right. But as this week's further downward revisions for the following financial year show, Treasury is yet to get ahead of the game in accurately forecasting the extent of the slowdown in the growth of tax receipts.

So, Labor, no conspiracy, just the usual stuff-up. That's to say, the usual human frailty. Treasury is no better at predicting what will happen to commodity prices than the rest of us.

There remains one more puzzle to be explained. If Treasury is now expecting slower growth in employment and wages this financial year, how can this not have led it to revise down its forecast of real GDP growth of 2.5 per cent?

Good question, but you'll be sorry you asked. Part of the explanation is a change in the expected composition of the growth - some components were revised up, some down.

But longstanding convention requires official forecasts to be expressed in fractions of a quarter, so as to avoid "spurious accuracy". Strictly, the forecast is 2 1/2 per cent, not 2.5 per cent. Treasury's actual, decimal-point forecast has been revised down, from a bit above 2 1/2 to a bit below.
But not enough below to be closer to 2 1/4 than to 2 1/2.

Economy: not good, but not disastrous

Don't drop your bundle. It's not clear the economy has slowed to the snail's pace a literal reading of the latest national accounts suggests. As for the talk of a "technical income recession", it's just silly.

What is clear is that, at best, the economy continues to grow at the sub-par rate of about 2.5 per cent a year, a rate insufficient to stop unemployment continuing to edge up. This has been true for more than two years.

A literal reading of last week's national accounts from the Bureau of Statistics says the economy - real gross domestic product - grew by a mere 0.3 per cent in the September quarter, down from growth of 0.5 per cent in the previous quarter and 1 per cent in the quarter before that.

But if we've learnt anything by now, it's that it's folly to take the quarterly national accounts too literally. They're just a first stab at the truth, based on incomplete and often inaccurate data.

The initial estimate for growth in any quarter will be revised - up and down - up to a dozen times before the bureau is satisfied it has got it pretty right. Reserve Bank governor Glenn Stevens referred recently to "the vagaries of quarterly national accounting".

Frankly, I don't believe the economy slowed markedly in the three months to September, or the six months, for that matter. If it were true, surely we wouldn't need to be told about it by the national accounts two months after the fact.

Since all individual economic indicators have their weaknesses and inaccuracies - meaning none should be taken too literally - the only adult way to proceed is to see if the signal coming from one key indicator fits with the overall message coming from the other indicators.

On the basis of what all the other indicators are saying, the forecasters - official and unofficial - expected growth in the September quarter of 0.6 per cent or 0.7 per cent, which would be consistent with the view we're still travelling at about 2.5 per cent a year.

When the published figures turn out to be half that, this suggests either that all the forecasters got something badly wrong, or that it's the published initial estimate that's wrong and likely to be revised up to something closer to what we expected.

The way we'll be able to tell whether the economy really has slowed to a crawl is by watching the rate at which unemployment rises in coming months. At the 2.5 per cent a year speed, it's worsening at a rate averaging 0.1 percentage points a quarter.

If that average rises, we'll know things are much worse than they were.

As for the "technical income recession", it proves little. Make a note that, in this context, the word "technical" is warning that what follows is based on an arbitrary rule with little sense to it.

"Technical" means two quarters of contraction in a row equal a recession. So one quarter of huge contraction isn't a recession, and two negative quarters separated by a zero quarter aren't a recession, but two consecutive negative quarters are a recession no matter how tiny the falls (or whether one is subsequently revised away).

"Real gross domestic income" is real gross domestic product adjusted for the change in our terms of trade during the quarter. Since, as we've seen, real GDP growth was weak in the past two quarters, the deterioration in our terms of trade in both quarters caused real income to decline by 0.3 per cent in the June quarter and by 0.4 per cent in the September quarter.

What happens to our terms of trade - and, hence, our aggregate income - is important. But, in this particular case, it's hard to get too excited.

As Dr Shane Oliver, of AMP Capital, has explained: "There is a danger in dwelling too much on the slump in real gross domestic income flowing from the falling terms of trade ... while swings in the mining and energy export prices are very important for resource companies, and hence for government revenues, their impact on the rest of the economy is far more modest."

In other words, the main impact is on mining company profits, and mining is about 80 per cent foreign owned. More their problem than ours.

If I thought the economy was sliding into genuine recession I'd say so. But I don't believe in exaggerating the bad news because it makes for more exciting betting on financial markets, makes a better story or because you've always hated whichever party happens to be in power at the time.

Econocrats touch base with reality

As every small-business person knows, the econocrats who think they manage the economy sit in their offices without ever meeting real people. Instead, they pore over figures the Bureau of Statistics bods dream up without ever leaving their desks.

That last bit has always been wrong. Small business is run by people who think their sales this week equal the state of the national economy. If the official figures don't line up with their experience, some bureaucrat must be lying.

The first bit - that the macro managers look at stats without ever talking to business people - used to be true, but hasn't been since some time after the severe recession of the early 1990s.

That was when Treasury (and yours truly) was supremely confident the economy would have a "soft landing". For once, people who knew no economics but had heard the squeals coming from business were right and the supposed experts were wrong.

The econocrats' disdain for "anecdotal evidence" had led them badly astray. They learnt the obvious lesson: as well as studying the stats, they needed to keep their ears to the ground.

But what even many well-versed observers probably don't realise is just how much effort the Reserve Bank puts into its consultations with business and how seriously it takes the results. The workings of its "business liaison program" are described in an article in the Reserve's latest quarterly Bulletin.

The program was put on a highly systematic basis in 2001, so as to lift it above the level of anecdote. Specialised officers talk to up to 100 businesses a month. You try to speak to a range of businesses (or, failing that, industry associations) in each of the economy's industries. You speak to the same people each time, asking the same questions and seeking quantification where possible.

You stay conscious of the gaps in your industry coverage. Ensuring you speak to businesses across the nation means "liaison" is the main role of the Reserve's state branches. Ideally, this should alert you to differences between the state economies.

Some industries are dominated by few big companies, making them easier to cover. But others - particularly the service industries - are composed mainly of small businesses. This is much harder and it's where you may need to fall back on industry associations.

Firms are asked about the usual key variables: sales, investment spending, employment, wages, prices and margins.

The Reserve uses its liaison more to determine where the economy is now - and where particular industries are in their business cycle - than where it's headed.

Most of the intelligence it produces ends up fitting reasonably well with the official statistics, but in some cases it comes in earlier than the stats.

It's a reasonable fit also with the NAB survey of business conditions and confidence, which the Reserve always studies carefully.

The Reserve's well-established links with key businesses allow it to "hit the phones" at times of great uncertainty, such as the global financial crisis. Its liaison made it among the first to realise business was responding differently to the downturn in demand, preferring wage freezes and cuts in hours to mass layoffs.

Its contact with miners made it among the first to realise the biggest hangover from the Queensland cyclone in 2011 wouldn't be farming but the surprising delay in getting the water out of flooded coalmines.

Right now its resource contacts will help improve its guesses about the precise timing of the probably sharp fall-off in mining investment spending.

By now other central banks, including the Bank of Canada and the Bank of England, also conduct big business liaison programs, but our lot were early adopters.

Now you're better informed about the Reserve's use of liaison you're likely to be more conscious of the many references to its findings in the bank's pronouncements.

The Reserve regularly reviews the accuracy of its forecasts and publishes the sobering results. So does Treasury, for that matter. Neither institution pretends its forecasts are much more than educated guesses.

The central bankers haven't been able to detect that their liaison has done anything to improve the accuracy of their forecasts.

But it would a brave - or foolhardy - person who concluded from this that it was wasting its time. Managing the economy without major mishap is a bit trickier than getting forecasts spot on.

Mining boom makes little sense

Conventional economic analysis assumes the behaviour of businesses is always rational but, in reality, the booms and busts that cause the ups and downs of the business cycle are driven by emotion more than rational calculation: unwarranted optimism, greed, impatience, short-sightedness and herd behaviour. Consider our resources boom.

The ideology of economic rationalism says private enterprise can do no wrong; ill-advised behaviour by business arises only through its rational response to distorted incentives created by the misguided interventions of governments.

This confers on the demands made by business a sanctity the captains of industry are quick to exploit. But their demands often aren't in the community's wider interest.

Now we're emerging from the decade-long resources boom it's easier to view the process with greater insight and make a more sober assessment of its costs and benefits.

What happened was a huge jump in the world prices of coal and iron ore as China's period of rapid economic development of heavy industry and infrastructure caused global demand to outstrip global supply.

The surge in China's demand caught the world's mining industry unprepared.

Like miners in other countries, our largely foreign-owned miners lapped up the huge increase in prices and profits.

But it didn't take long for greed ("the profit motive", if you prefer) and the irrational optimism that drives the world's entrepreneurs to take over, with companies seeking to exploit the high prices to the full by expanding their production capacity as much as possible as fast as possible.

What then kicked off was a multibillion-dollar race - between rival companies in a country, but also with the many companies in other countries, all expanding their capacity as fast as they could.

It takes a long time to build new mines and bring them into production. So the chances of your mine being completed in time to enjoy the super-high prices aren't great - the more so because it's essentially a self-defeating process: the more companies join the race and the harder they try to be among the first to complete, the sooner supply catches up with demand and prices start falling.

If mining companies were more rational, fewer would join the race. But companies are just as subject to herd behaviour as investors in a booming sharemarket. A mining chief who didn't join the comp would be subject to heavy criticism.

This is where the irrational optimism comes in. Each individual entrepreneur is in no doubt he'll be among the race's winners. We're gonna make a motza.

But while the miners are busy gearing up, their foreign customers are just as likely to be coming towards the end of their own boom in investment and construction. The inevitable result is that the global mining industry moves from a starting point of undercapacity to an end point of overcapacity.

This is the eternal story of mining. Only in passing is it ever in equilibrium; it's almost always in either under or oversupply - probably spending a lot more time over than under, the less profitable of the two conditions.

Now, this cycle isn't news to conventional economics, with its familiar "cobweb theorem" and "hog cycle" seeking to explain the phenomenon. But these models put too much of the blame on the unavoidable delays in increasing production, and too little on animal spirits.

And they don't prepare us for all the waste and inefficiency involved in a resources boom. In the miners' race to be first in and best dressed they compete furiously for resources, bidding up hugely the prices of labour, equipment and materials, and ending up with mines that cost them far too much to build.

They also develop lower-grade mineral deposits, the exploitation of which becomes uneconomic as soon as the world price drops back from its record heights.

In the aftermath of the boom, many acquisitions are written off, the chief executives who presided over these excesses get the chop and are replaced by bosses whose main skill is cost-cutting. They make speeches about how excessive Australian wages are.

Anyone who has followed the fortunes of our big three - BHP Billiton, Rio Tinto and Glencore Xstrata - will know just what I'm talking about.

In their race-driven frenzy to start new projects, the miners always portray themselves as impatient for God's will to prevail, with any politicians or community members who have doubts about allowing them to rip up the environment denounced as agents of the anti-progress devil.

In the aftermath of such booms we realise we should have refused to be rushed. Why does no economist ever warn us to be less short-sighted? Their faulty model.

Big cities have become the engine of the economy

Old notions die hard. If you took all the production of goods and services in Australia and plotted on a map where that production took place, what would it look like?

Any farmer could tell you most of the value is created in the bush. A miner, however, would tell you - a bunch of ads have told you - these days most of the wealth is generated in areas such as the Pilbara in Western Australia and the Bowen Basin in Queensland.

Then, of course, there are the great manufacturing states of Victoria and South Australia - with most work done in the suburbs of Melbourne and Adelaide, but also regional cities such as Geelong.

That make any sense to you? It's completely off beam.

A report issued this week by the Grattan Institute finds that, these days, 80 per cent of the dollar value of all goods and services in Australia is produced on just 0.2 per cent of the nation's land mass. Just about all of that is in our big cities, as close in as possible.

The report, by Jane-Frances Kelly and Paul Donegan, finds that big cities are now the engines of our prosperity. If you take just the central business districts of Sydney and Melbourne - covering a mere 7.1 square kilometres - you have accounted for almost 10 per of Australia's gross domestic product.

What do workers do in all those city offices? Nothing you can touch. That's how much the economy's changed.

To find the economy as many people still imagine it to be, you have to go back 50, even 100 years. About 100 years ago, almost half Australia's population of 4 million lived on rural properties or in small towns of fewer than 3000 people.

Many of these would have been market towns serving the agricultural economy. Agriculture and mining accounted for a third of the workforce. And only about one in three Australians lived in a city of at least 100,000 people.

These days, agriculture employs only 3 per cent of workers and contributes only 2 per cent of GDP. Our two biggest CBDs contribute at least four times that much.

By the end of World War II, manufacturing had become Australia's dominant industry. At its height in 1960, the report reminds us, manufacturing employed more than a quarter of the workforce and accounted for almost 30 per cent of GDP.

The rise of manufacturing shifted much of our economic activity - our prosperity - to the big cities, but mainly to the suburbs. Suburbs away from city centres had lower rents and less congestion.

Postwar growth in car ownership made possible the shift to a manufacturing economy with a strong suburban presence. It also led to the demise of many small towns and the rise of regional centres.

Today, however, manufacturing employs only 9 per cent of the workforce and accounts for just 7 per cent of GDP. The thing to note is that this seeming decline in manufacturing has involved only a small and quite recent fall in the quantity of things we manufacture in Oz.

Similarly, the decline in agriculture's share of employment and GDP has occurred even though the quantity of rural production is higher than ever. The trick is that these industries didn't contract so much as other parts of the economy grew a lot faster, shrinking their share of the total.

One of those other parts is mining, of course. But get this: "While Australia's natural resource deposits are typically in remote areas, workers in cities make a critical contribution to the industry's success," the report says.

"For instance, in Western Australia, where the most productive mining regions are located, more than one third of people employed in mining work in Perth."

That's partly because of fly-in fly-out, but mainly because many of these workers are highly skilled engineers, scientists, production managers, accountants and administrators.

So what explains the greater and still-growing economic significance of big cities, so that Sydney, Melbourne, Brisbane and Perth now contribute 61 per cent of GDP? The rise of the knowledge economy.

Increasingly, our prosperity rests not on growing, digging up or making things, but on knowing things. Our workforce is more highly educated than ever, and this is the result.

"Knowledge-intensive jobs are vital to the modern economy. They drive innovation and productivity, and are a critical source of employment growth. In the last 15 years there has been much higher growth in high-skilled, compared to low-skilled, employment," the report says.

Knowledge-intensive activities aren't confined to jobs in the services sector, but are also increasing in mining and manufacturing. They often involve coming up with new ideas, solving complex problems or finding better ways of doing things.

But here's the trick: it suits many of the knowledge workers, and the businesses that employ them, for those workers to be crowded into big cities, as close in as possible. When you're all packed in together, there's more scope for the transfers of expertise, new ideas and process improvements known as "knowledge spillovers".

Such spillovers come particularly through face-to-face contact. Large cities offer employers knowledge spillovers and a large skilled workforce. They also offer people greater opportunities to get a job, move to a better job, build skills and bounce back if they lose their job.

Mining boom our gift to rich foreigners

The mining tax - whose last-minute reprieve may well prove temporary - is the greatest weakness in the argument that we gained a lot from the resources boom. The blame for this failure should be spread widely, with economists taking a fair share.

Late last week a majority of senators passed the bill repealing the minerals resource rent tax, but not before knocking out its provisions cancelling various programs the tax was supposed to be paying for.

The government is refusing to accept the amended version of the bill, arguing that "by voting to keep many of the associated spending measures [naughty - most are actually tax expenditures], senators have effectively voted to keep the mining tax".

We'll see how long that lasts. But if you're thinking the tax raises so little it hardly matters whether it stays or goes, you're forgetting something. When Labor allowed BHP Billiton's Marius Kloppers and his mates from Rio Tinto and Xstrata (now Glencore) to redesign the tax, they predictably opted to take their depreciation deductions upfront. Once they're used up, however, receipts from the tax will be a lot healthier - provided it survives that long.

You can blame Kevin Rudd, Wayne Swan and Julia Gillard for their hopeless handling of the tax. But don't forget to copy in Tony Abbott who, faced with a choice between the interests of Australian taxpayers and the interests of three foreign mining giants, sided with the latter in the hope they'd fund his 2010 election campaign.

You can also blame Treasury for originally proposing an incomprehensible, textbook-pure version of the tax which couldn't survive, and so getting us lumbered with a fourth-best version. It also did a bad job of quietly test-marketing the tax with its banking contacts and of estimating the likely receipts.

But where were all the economists - including academics - explaining to the public why the tax wouldn't discourage mining activity or otherwise damage the economy, as it suited the big miners to claim?

Where were the economists explaining the special need for a resources rent tax in the case of the exploitation of mineral deposits, particularly when the miners were so largely foreign-owned?

As usual, they were keeping their mouths shut. Contribute their expertise to the public debate? Why? Better just to criticise from the sidelines.

Part of the problem is an ethic among economists that regards it as bad form to distinguish between local and foreign investors for fear of inciting "economic nationalism" - a form of xenophobia. If an investment generates jobs and income, why does it matter whether the firms involved are local or foreign?

It's no doubt thanks to this ethic that we do such a bad job of measuring foreign ownership (and so deny ourselves the ability to use hard facts to fight xenophobic impressions that foreigners now own everything). But the best guess is that mining is about 80 per cent foreign-owned.

Trouble is, mining is an obvious exception to this generally sensible aversion to economic nationalism, for two reasons: because our abundant natural endowment makes minerals and energy such a huge source of economic rent and because mining is so extraordinarily capital-intensive.

Added to that, as Dr Stephen Grenville (a former senior econocrat who does make a useful contribution to the public debate, via the Lowy Institute) has written, "mining royalties, a state government domain, fall victim to special relationships and inter-state competition to attract projects".

Put all that together and you see why having an effective resource rent tax is so essential to ensuring Australians get a fair reward for the exploitation of their birthright. High economic rents, few jobs created and the lion's share of profits going to foreigners mean unless especially high rates of profitability are adequately taxed we don't have a lot to show for the resources boom.

Saying that isn't anti-foreigner, it's simple self-interest, the driving force of market economies. Foreigners are welcome, provided we get a fair share of the benefits. Foreign investment isn't meant to be a form of aid to rich foreigners.

It's true our rate of national saving increased during the boom. But a lot of this was foreign-owned mining firms reinvesting their profits in local expansion rather than repatriating them, thereby increasing their share of our productive assets.

Now the construction phase is ending, more of the (undertaxed) profits will be sent back home. And the capital-intensive production and export phase will mean each $1 billion of growth in GDP now creates fewer jobs than it used to. Thank you Labor, thank you Coalition, thank you economists.

Tough times restore productivity performance

It's official: Australia's rate of improvement in the productivity of labour returned to normal during the reign of Julia Gillard.

How is that possible when big business was so dissatisfied and uncomfortable during Gillard's time as prime minister? The latter explains the former.

According to figures in a speech by Reserve Bank governor Glenn Stevens last week, labour productivity in all industries improved at an annual trend rate of 2.1 per cent over the 14 years to the end of 2004, but then slumped to an annual rate of just 0.9 per cent over the six years to 2010.

This is what had big business rending its garments over the productivity crisis. Egged on by the national dailies, chief executives queued to attribute the crisis to the Labor government's "reregulation" of the labour market, its failure to cut the rate of company tax, plus anything else they didn't approve of.

Except that, according to the Reserve Bank's figuring, labour productivity improved at the annual rate of 2 per cent over the three years to the end of 2013.

So why no crisis after all? Well, as wiser heads said at the time, much of the apparent weakness in productivity was explained by temporary factors such as, in the utilities industry, all those desalination plants built and then mothballed and, more significantly, all the labour going into building all those new mines and gas facilities.

No doubt much of the recent recovery is explained by the many mines now starting to come on line - meaning we can expect the productivity figures to remain healthy for some years. Few extra workers are being employed to produce the extra output - another way of saying the productivity of the miners' labour is much improved.

But mining hardly explains all the improvement, so what else? At the time when business complaints were at their height, many businesses - particularly manufacturers - were suffering mightily under the high dollar.

Many have been forced to make painful cuts, abandoning unprofitable lines and laying off staff. Some have gone out backwards, with the best of their workers being taken up by rival employers.

Guess what? Such a process is exactly the sort of thing that lifts the productivity of the surviving firms. In their dreams, chief executives like to imagine their productivity - which they perpetually conflate with their profitability - being improved by governments doing things to make their lives easier.

But requiring them to be lifters rather than leaners - which is pretty much what That Woman did - usually gets better results. And since the dollar remains too high and seems unlikely to come down anytime soon, it's reasonable to expect the non-mining sector's productivity performance to continue improving. Who told you productivity was soft and cuddly?

As for the convenient argument that the productivity slump must surely be explained by Labor's "reregulation" of the labour market under its Fair Work changes, it's cast into question by some figuring reported in another speech last week, from Dr David Gruen, of Treasury.

Gruen examined the rise in nominal wages over the decade to March this year, as measured by the wage price index, then compared this aggregate rise with the rise for particular industries. In contrast to the days when wage-fixing really was centrally regulated, he found a far bit of dispersion around the aggregate.

Wages in mining, for instance, rose a cumulative 9.7 percentage points more than the aggregate. Wages in construction rose by 5.4 percentage points more and wages in the professional, scientific and technical sector rose by 2.5 points more.

By contrast, wages in manufacturing rose by a cumulative 0.9 percentage points less than aggregate wages. Those in retailing rose by 4.3 points less and those in the accommodation and food sector rose by 7.6 points less.

Notice any kind of pattern there? It's pretty clear. Wages in those industries most directly boosted by the resources boom rose significantly faster than aggregate wages, though not excessively so considering it was a 10-year period.

By contrast, wages in those industries worst affected by the boom-induced high exchange rate - manufacturing and tourism - rose more slowly than the aggregate. Retail had its own problems, with the return of the more prudent consumer, and its wages grew by less than the aggregate.

That's just the dispersion you'd expect to see in a "reregulated" labour market? Hardly.

What it shows is that we now have a genuinely decentralised and more flexible wage-fixing system, delivering wage growth in particular industries more appropriate to their circumstances.

We've handled the resources boom surprisingly well

Are we in for big trouble in the aftermath of a misspent resources boom, or has the boom been over-hyped, leaving us in good shape to face the future?

This is a matter of debate among some of Australia's most prominent economists. Professor Ross Garnaut, of the University of Melbourne, advanced the former argument last year in his book Dog Days: Australia After the Boom, and Dr John Edwards, a fellow of the Lowy Institute and member of the Reserve Bank board, makes the counter-argument in his new book, Beyond the Boom.

This week Dr David Gruen, of Treasury, weighed into the argument in a speech written with help from Rhett Wilcox. Gruen took a middle position, agreeing with each man on some points and disagreeing on others. Appropriately, he was speaking at the annual conference of economists in Hobart. They enjoy that kind of thing.

Gruen strongly disagrees with Edwards' claim that the resources boom "hasn't been as important for Australian prosperity as widely believed", saying the boom was "one of the largest changes in the structure of our economy in modern times" which "generated the largest sustained rise of Australia's terms of trade ever seen".

"The result was that resources investment increased from less than 2 per cent of gross domestic product pre-boom to around 7.5 per cent in 2012-13, an increase, in dollar terms, from around $14 billion to more than $100 billion a year," he says. "This has seen an additional 180,000 workers employed in the resources sector since the boom began and will see the capital stock in the resources sector almost quadruple by 2015-16."

But Gruen disagrees with Garnaut's implication that the economy was not well managed during the boom. He notes that all previous commodity booms - including the rural commodity boom of the early 1970s - led to blowouts in wages and inflation, followed by recessions after the boom busted.

This time, however, wages have been well controlled and the rise in prices has rarely strayed far from the Reserve Bank's 2 per cent to 3 per cent target range. The boom in the resources sector has not led to excessive growth in the economy overall. Real GDP growth averaged 3 per cent a year over the decade to 2012.

Edwards supported his claim that the resources boom has not been as important for our prosperity as commonly believed by comparing this 3 per cent growth rate unfavourably with the 3.8 per cent annual rate achieved over the decade to 2002.

But Gruen counters by noting the earlier decade "saw above-trend growth as the economy recovered from the deep early-1990s recession, with unemployment falling from above 10.5 per cent to below 6 per cent over the course of that decade".

So why has the upside of the resources boom been handled so much better than in earlier commodity booms? Gruen gives much of the credit to three micro-economic reforms: the floating of the dollar in 1983, the move to letting the Reserve Bank set monetary policy (interest rates) independent of the elected government, formalised by Peter Costello in 1996, and the decentralisation of wage-fixing, largely completed by the Keating government before 1996.

(This to me is a point worth noting: the greatest continuing benefit from the era of micro reform - but also from the move to set formal "frameworks" for conducting the two arms of macro-economic policy - is a much more flexible economy, one that is less inflation-prone and less unemployment-prone. By the way, Garnaut and Edwards can take their share of credit for these reforms.)

Next Gruen rebuts Garnaut's argument that the income the nation earned from the boom was misspent.

Garnaut might have in mind the Howard government's decision to respond to the temporary increase in collections from company tax and capital gains by cutting income tax for eight years in a row, a move that does much to explain the trouble we are having getting the budget back into surplus.

But there is more to the economy than what the feds do with their budget. And Gruen points out that, over the decade to March 2014, national consumption spending (by households and governments) actually declined from about 76 per cent of GDP to 73 per cent. If so, the nation's saving must have increased by 3 percentage points of its income (remember: income equals consumption plus saving).

Against that, over the same period bar the last few quarters, national investment has been high and rising, relative to income. "Rather than the income gains from the boom having been consumed, it would be more accurate to conclude that they were invested," Gruen says - a point Edwards also made.

(Had the nation been "living beyond its means", that would show up as a widening in the current account deficit. Instead, the deficit has been narrower in recent years.)

But what about the downside of the boom? Will the bust result in a period of contraction for the economy as a whole? Gruen's answer is "so far, so good", but he concedes that, over the next three or four years, investment spending by the miners is expected to fall from about 7 per cent of GDP to about 2 per cent or 3 per cent, a subtraction from growth of about 2 per cent to 2.5 percentage points (remembering that about half of mining investment is in imported equipment).

Remember, too, that mining production and export volumes will be growing strongly. Even so, avoiding recession will require a further significant fall in the dollar.

Gruen agrees with Garnaut that for the economy to benefit from such a "nominal" depreciation in the currency, it will need to be translated into a "real" depreciation by only moderate wage growth. But this could be achieved provided real wages grow by less than the growth in labour productivity.

Why weaker demand means lower pay rises

Just about everyone assumes we can never have enough jobs. So it's funny that our unending discussion about how the economy's growth is doing rarely delves into the detail of what's happening in the labour market.

But that's what Dr Chris Kent, an assistant governor of the Reserve Bank, did in a speech last week. He shows it really is a market, with the demand for labour interacting with the supply of labour to help determine the price of labour (wages) and the quantity demanded (employment). Unlike textbook markets, however, this one never "clears" - there's always some labour left unsold (unemployment).

It shouldn't surprise you that, in studying developments in the labour market in recent years, one big thing stands out: the effect of the resource boom as it moves through its three stages of high export prices, booming mine construction and rising production of minerals and energy.

The demand for labour is "derived" demand - it flows from the demand for goods and services. To produce those things you need machines and workers. The more you produce, the more workers you need.

For most of the two years since the middle of 2012, the economy (real gross domestic product) grew at less than its 3 per cent annual trend rate, held back by the decline in mineral export prices, the decline in mining construction, the high level of the dollar and the weak growth in public demand (government spending).

A big part of the problem was that the downturn in mining-driven activity came at a time when the non-mining economy was subdued.

This below-trend growth in the production of goods and services meant weaker growth in the demand for labour, as we can see from the various indicators of labour demand.

The rate of unemployment is high relative to its recent history. The rate at which people of working age (15 years and above) are participating in the labour force, either by holding a job or actively seeking one, is at about the lowest it's been over the past eight years. And since 2010 there's been a significant decline in the ratio of employed people to the working-age population.

It's true the economy seemed to grow more strongly in the last quarter of 2013 and the first quarter of 2014. And we can see some small improvement in the indicators. Using the trend estimates, employment grew by 0.7 per cent over the first five months of this year, unemployment seems to have stabilised at 5.9 per cent and the participation rate at 64.7 per cent.

But much of the growth in real GDP over the past two quarters has come from greatly increased production and export of minerals and energy, as newly built mines start working. Trouble is, mines are so capital-intensive that all this extra production would have created few extra jobs.

So, for once, the growth in real GDP overstates the increase in demand for labour. Kent suspects the growth in employment is explained partly by slightly stronger growth in the non-mining economy and by a catch-up from weaker-than-you'd-expect employment growth last year.

If so, we're not out of the woods yet. And Treasury's forecast is that unemployment will have risen a little further to 6.25 per cent by June next year.

Now let's turn to the supply of labour. At the most basic level, growth in the population of working-age adds to the supply of labour, whether that growth comes from "natural increase" - more young people joining than old people retiring - or immigration.

But not everyone of working age chooses to participate in the labour force, of course. And, in practice, changes in the participation rate are a key indicator of the strength of labour supply.
Kent says growth in labour supply has slowed substantially over the past year or so, with the "part rate" down from 65.1 per cent.

This is a sign of the interaction between labour demand and supply: when demand is strong, more is supplied, but now it's vice versa. So it's usual for the part rate to fall during periods of weak demand.

"As jobs become more difficult to find (at the prevailing wage), some individuals become discouraged from searching," Kent says. If they are still available to work these people are "discouraged workers", many of whom will resume the search for work when conditions improve.

But Kent says that, since 2010, the rise in the number of discouraged workers accounts for only less than a quarter of the fall in the part rate. Some of these other people may have chosen to make themselves unavailable to work by embarking on a period of study or accepting involuntary early retirement.

But another, more structural, factor helping to explain the fall in the part rate is the ageing of the population. Ageing means a higher proportion of the population is in older age brackets which tend to have lower rates of participation. (And if oldies are still working, they're more likely to be part-time).

Kent says ageing is estimated to have subtracted between 0.1 and 0.2 percentage points a year from the part rate over the past decade-and-a-half. But now the rate is a clear 0.2 points. In recent decades this purely demographic change has been offset by the decisions of individual oldies to continue working, but now this second trend seems to have stopped.

In textbooks, prices adjust automatically to bring supply and demand into balance. In the real-world labour market, it ain't that simple. Even so, the weaker demand for labour has seen wage growth decline to well below its average over the past decade. Pay rises of more than 4 per cent are now far less common and rises of 2 to 3 per cent are more common than 3 to 4 per cent. So are rises of 1 per cent or less.

No handouts for miners not paying enough tax

It's in the nature of the news media to focus on the new, on the bit that's changing. So when people like me bang on about the resources boom - as we've been doing for about a decade - it's probably inevitable we leave many people with an exaggerated impression of the size of the oh-so-important mining industry.

Most people have little idea how mining compares with the rest of the economy. Some, when asked, say it may account for a third of the total.

Sorry to mislead. It's actually a bit over 10 per cent of all the goods and services we produce. If that doesn't seem like much, it is. It's a bit more than the whole of the manufacturing industry contributes and about three times what agriculture does.

More to the point, it's up from about 4 per cent before the boom began. And it's a big deal for any industry to go from 4 per cent to 10 per cent in the space of a decade. That couldn't happen without having big implications for other parts of the economy, with the high dollar just one example. So it's little wonder the economists have been so obsessed by it.

It's the biggest single development affecting the economy - the whole of the economy - in that time. And though the smarties began proclaiming the boom's death a year or two ago, its closing stages will still have big effects on the economy - favourable and unfavourable - for at least another couple of years.

Many people are uneasy about the expansion of mining. Digging non-renewable resources out of the ground and shipping them overseas seems such a dead-end occupation. People's reservations are compounded when they realise how amazingly capital-intensive mining is. That is, how few people it employs.

Mining may account for 10 per cent of our total production, but it accounts for only about 2 per cent of total employment. Building new mines is labour intensive, but running them isn't. If so, why bother?
It's a mistake to think it's only direct employment of people that makes an industry worthwhile. What matters is how much income an industry generates. Why? Because when that income is spent it will generate jobs elsewhere in the economy. That's what spending does: generate jobs.

In the case of mining, however, there's a complication. Though the powers that be don't trumpet the fact, mining is about 80 per cent foreign-owned. Even BHP Billiton is, essentially, a foreign company. And most of the extensive capital equipment mining uses is imported.

Mining in Australia is a highly profitable activity because we possess a large share of the minerals and fuel the world values highly, and because our deposits are generally high quality and easily extracted.

If mining creates so few jobs directly, and so little of its profits accrue to Australians, that leaves two key concerns to ensure Australians get suitable recompense for the exploitation of our natural inheritance: make sure miners pay adequate royalties on the minerals we grant them and make sure their profits are adequately taxed.

Business people tend to portray taxes and revenue received by governments as dead money. The opposite is true. The government spends the money it receives, and when it's spent it creates jobs, like all spending does.

The Labor government bungled its attempt to ensure the miners' profits were adequately taxed. But, rather than correcting Labor's errors, Tony Abbott has pledged to abolish the tax and let the foreign miners off the hook. Then he'll wonder why the huge expansion in mining production we're now seeing is creating so few jobs.

It gets worse. Not only are we under-taxing the miners, we're giving them lots of subsidies. Not only does the federal government give them a rebate on the excise on their diesel fuel, the state governments give them assistance by building the roads, railways and ports they need to ship their minerals abroad.

According to calculations by the Australia Institute, the states gave the mining industry $3.2 billion in concessions in the financial year just ending. Queensland gave assistance worth almost $1.5 billion, mainly by providing railway infrastructure and freight discounts.

Western Australia spent almost $1.4 billion, mainly on roads and port infrastructure. Other states' subsidies are much smaller - $140 million in NSW, $40 million in Victoria - but so too are their receipts from mining royalties.

It turns out the Queenslanders' subsidies to mining are equivalent to almost 60 per cent of the royalties they receive. In WA it's about a quarter, and in NSW it's less than 10 per cent. In Victoria, however, it's three-quarters.

And this while governments, federal and state, are crying poor and cutting spending on many worthy causes.

As Ian McAuley, of the University of Canberra, has pointed out, we're slashing our planned spending on foreign aid because we can no longer afford such generosity, but by abolishing the mining tax we're being very generous to big foreign mining companies. This makes sense?

States change lanes in two-speed economy

You've heard of a Goldilocks economy where everything is just right. Well, when it comes to the states, welcome to the biblical economy, where the last shall be first and the first shall be last.

We're still looking at a two-speed economy, but the fast lane is turning into the slow lane and the slow lane into the fast.

During the 10 years of the resources boom to 2012-13, the West Australian economy grew by 62 per cent in real terms, against 48 per cent in Queensland, 30 per cent in Victoria and 23 per cent in NSW.

But, in the year to March, the mining states' "state final demand" - not as full a measure as gross state product - contracted, while NSW and Victoria steamed on.

The Victorian budget papers last month said the state was "well placed to take advantage of the national shift from mining investment towards more broad-based drivers of economic growth.

"Lower interest rates and a moderated exchange rate, compared with the highs in 2011 to 2013, are expected to benefit Victoria's industry structure."

Whereas the national economy (real gross domestic product) grew by 2.6 per cent in the 2012-13 financial year, Victoria managed only 1.6 per cent growth. And, in the financial year just ending, while the nation is expected to have managed growth of 2.75 per cent, Victoria is looking at an expected 2 per cent.

But the federal budget papers show the nation's rate of growth is expected to slow to 2.5 per cent in the coming financial year as Victoria's growth accelerates to 2.5 per cent. It's expected to reach 2.75 per cent in 2015-16.

And this week's NSW budget papers show its government expects its acceleration to be even faster. NSW managed growth of just 1.8 per cent last financial year, but it's expected to have accelerated to 3 per cent in the year just ending, and to stay at that rate in the coming year and the following one.

So, while Victoria is expecting to catch up with the national average in the coming financial year, NSW believes it has already exceeded it, and will continue growing faster than average in 2014-15. Only by the following year, 2015-16, will the nation have caught up.

Well, that's all very lovely, but how's it supposed to happen? What changes will bring it about?

You may already have noticed that whenever the economy improves, there's always a politician on hand ready to take the credit. Well, here's a tip: when they're at the national level, they're probably taking more credit than they should; when they're at the state level, they almost certainly are.

The truth is we live in a single, national economy. The six states and two territories that make up our national economy are different but highly integrated. So, to the - limited - extent that what's happening to a particular state is influenced by politicians, it's more likely to be federal politicians than state. Macro-management of the economy happens at the most macro level.

State governments don't do macro, they do micro. They manage their own financial affairs, and make decisions about planning and the regulation of particularly industries - how heavily we should tax companies developing new housing on the outskirts of the city, for instance - that do affect the growth of their state economies, but slowly and to a small extent.

So, for the most part, differences in the rates at which particular states are growing are determined by differences in the industrial structures of their economies - for instance, some have a lot of mining, some don't - and in their histories. NSW and Victoria are long established with large populations; WA and Queensland have smaller populations with more scope for development; they're frontier states.

This is why an event such as the resources boom, which has essentially come to the Australian economy from overseas, can affect states so differently.

The point, however, is that the most spectacular stage of the resources boom - the surge in construction of mining and natural gas facilities - which did most to foster the rapid growth of WA and Queensland in recent years, is going from boom to bust.

The rapid fall-off in mining construction in the coming financial year and the year after will cause those two states to grow far more slowly - maybe even contract in WA's case - while NSW and Victoria steam on.

Victoria's big advantage is that, since it has little mining, it has nothing to lose. NSW does have some mining, mainly for steaming coal, but says its big advantage is that its mining construction activity has already fallen about as much as it's going to.

It's their knowledge that we have two years of big falls in mining construction activity to come - along with the dollar's failure, so far, to fall back as much as we'd hoped - that has made the macro managers so obsessed by the need to get the "non-mining sector" growing much more strongly.

They've done this primarily by cutting interest rates to their lowest level in yonks, trying to encourage any spending that also involves borrowing, but particularly home building and home-related consumer spending.

Victoria will get some stimulus from this, but not much because it has already had a lot of building activity and may have some oversupply.

In contrast, NSW has a big backlog of home construction - arising from problems on the supply side that are the product of micro-economic mismanagement by this state government's predecessors. Its home building activity has already taken off, with much further to run.

Mining hides news of non-mining recovery

And the smarties told you the resources boom was finito. Now it's being given most of the credit for this week's news that the economy grew by a rip-roaring 1.1 per cent in the March quarter and by an above-trend 3.5 per cent over the year to March.

The boom is far from finished. It will be adding to - and subtracting from - the growth in real gross domestic product for several years yet.

Media reports that "the mining industry accounted for around 80 per cent of growth in GDP in the March quarter" come from no lesser authority than the Bureau of Statistics itself. Sorry to say it, but this is true from a certain perspective, but essentially misleading.

It comes from the estimate that the mining industry's volume (quantity) of production grew by an amazing 8.6 per cent during the quarter, which means it made a contribution of 0.9 percentage points to the overall growth in real GDP of 1.1 per cent.

Almost all that increased production would have been exported. So it explains most of the growth of 4.8 per cent in the volume of total exports during the quarter, which itself made a contribution of 1.1 percentage points to the overall real growth in real GDP of 1.1 per cent.

But that's not the only way the mining sector affected the economy's growth during the quarter. Overall, business investment spending fell by about 1 per cent during the quarter. But Kieran Davies, of Barclays bank, estimates this was composed of a fall of about 8 per cent in mining investment, plus a rise of about 3 per cent in non-mining business investment.

And that's not all. The accounts show that the volume of imports fell by 1.4 per cent in the quarter which, since imports subtract from gross domestic product-ion, means their fall made a positive contribution to the overall growth in real GDP of 0.3 percentage points.

But if the economy is roaring along, why on earth would imports be falling?

Because such a high proportion - about half - of spending on new mines and natural gas facilities goes on imported capital equipment. And if mining investment is falling, imports of mining equipment must be, too.

Complicated, ain't it. Perhaps this will help. The resources boom, which began a decade ago, has had three stages: first, the huge rise in the prices we get for our exports of coal and iron ore; second, the massive investment in additional mining production capacity; third, a big increase in the volume of our exports of minerals and energy as the new mines come on line.

We're still being affected by all three of those stages. Export prices peaked in mid-2011 and have since fallen a fair way, though they remain a lot higher than they were before the boom started. Prices fell further during the quarter and, though this doesn't affect real GDP directly, it does represent a loss of real income to the economy, which must dampen demand indirectly.

Mining investment spending peaked in 2012 and has since started falling. It fell further during the quarter and this subtracted from growth, though less so when you take account of the related fall in imports of equipment.

Since so many mining construction projects are finishing, mining production is now growing strongly. It grew particularly strongly in the quarter because we didn't have any floods or cyclones to disrupt it. But though mining production has a lot further to grow, it can't keep growing as fast as it did this quarter.

Putting all that together, the mining sector's net contribution to growth during the quarter accounts for not 80 per cent of the growth during the quarter, but just under half, meaning the "non-mining sector" contributed just over half.

And that's good news. Why? Because this quarter's mining performance was the exception to the new rule. Mining made a net positive contribution because mining investment didn't fall as much as it could have, while mineral exports grew by a lot more than could have been expected. And neither of those two things can last.

The new general rule is that mining has been and will continue to make a net negative contribution to overall growth.

That's because the fall in mining investment spending generally outweighs the rise in mineral exports, even after you allow for the fall in mining-related imports.

The good news is that just over half the growth didn't come from mining. This is good news because for at least a year we've been worried about the economy "rebalancing", making the "transition" from mining-led to broader-based growth.

And even though the bureau did its (inadvertent) best to hide the fact from us, its accounts actually show that non-mining growth is at last taking hold.

Consumer spending grew by a not-so-wonderful 0.5 per cent during the quarter, but by an almost-OK 2.8 per cent over the year.

Home building grew by a rapid 4.7 per cent in the quarter, the first really strong quarter. But best of all, by Davies' estimate non-mining business investment grew by about 3 per cent.

Economists usually can't see the future with any clarity, but the mining investment boom is different. Because it consists of a relative small number of hugely expensive projects, it isn't hard to see how close they are to finishing and whether there are many new projects getting going.

They are, and there aren't. The macro managers have known for ages that mining will give the economy a big (net) dump in 2014-15 and 2015-16. That's why getting the non-mining economy going is so vital.

It's why the Reserve Bank has keep interest rates so low and won't start raising them until it knows we're out of the woods. It's also why, despite all his budget cuts, Joe Hockey made sure they don't do much to dampen demand until 2017-18.

Treasury's opportunities and threats facing our economy

It shouldn't surprise you that when the secretary to the Treasury, Dr Martin Parkinson, devoted half his major speech this week to "fiscal sustainability" - the tax increases and spending cuts needed to get the budget back on track - the media virtually ignored the other half.

But the budget isn't the economy. And in that other half Parkinson offered a revealing SWOT analysis of the economy, outlining its Strengths and Weaknesses, Opportunities and Threats. So let me tell you what he said (and leave my critique for later).

For people worried about what we do for an encore after the resources boom - about where the jobs will come from - Parko points to three big "waves of opportunity".

The first wave is the mining investment boom, which is ending but not leaving us high and dry. "With the capital stock in the mining and energy sectors now triple what it was a decade ago, additional productive capacity will drive strong growth in resources exports for several years to come," he says, although this will involve employing fewer workers than in the investment phase.

The second opportunity wave flowing from the vast economic shifts in Asia is rising global demand for agricultural produce. The Australian Bureau of Agricultural and Resource Economics and Sciences estimates that China's imports of fruit will treble by 2050. Imports of beef will grow by a factor of 10 while imports of sheep and goat meat increase by a factor of 19. Dairy will increase by a mere 165 per cent.

Asia already takes more than 40 per cent of our food exports. Parko warns, however, that our ability to gain a slice of its rising demand rests on continued productivity gains in our rural sector, supported by the right policy settings.

"Our handling of the concerns raised by foreign ownership of Australian agricultural land (and food manufacturing) in some parts of our community is one dimension of the agricultural policy challenge, along with our approach to trade policy, stimulating investment in on- and off-farm infrastructure and supporting research and development."

The third wave is the opportunities in the services and high-value manufacturing sectors brought about by the steadily increasing growth of the Asian middle class. It's estimated that, by 2030, just under two-thirds of spending by the world's middle class will come from the Asia Pacific region, compared with about a quarter today.

"To capture the benefits of the third wave, we will need to compete on the global stage for Asian demand for services and high-end manufactures on the basis of both cost and quality," he says. "We will also need to compete for foreign direct investment to help put the right export-related infrastructure in the right places."

But get this declaration from the economic rationalist-in-chief: "Contrary to how it is sometimes portrayed in the media, competing on the global stage does not mean driving down wages or trading off our standard of living. Far from it."

Parko says improving Australia's competitiveness in global markets means investing in the skills of our workforce so Australians have the opportunity to move into sustainably higher paid jobs, and investing in infrastructure that has a high economic return.

It means ensuring firms and their employees are freed from unnecessary regulatory burdens, and establishing the right incentives to encourage innovation and competition. "In other words, it means raising Australia's productivity performance," he says.

Which brings us to Parkinson's three big threats to our further economic success. The first is productivity improvement. He says that, even after you allow for temporary factors, there's been a slowdown in "multi-factor" productivity improvement that's broad-based across industries, suggesting that deeper, economy-wide factors are at play.

The second threat arises because, until mid-2011, the effect of this productivity slowdown on the rise in our living standards was masked by the rise in the prices we were receiving for mineral exports. But now the likelihood that these prices will continue falling means a "significant drag on Australia's national income growth" over the rest of this decade.

The third threat to continued strong economic growth comes from the turnaround in the "demographic dividend" delivered by the baby boomers. For about 40 years until 2010, the proportion of the population of working age (here defined as 15 to 64) grew a lot faster than the overall population because of the postwar baby boom, followed by a dramatic fall in the birth rate in the 1960s and '70s. This boosted economic growth.

"Over the next few years, this demographic dividend, which has been fading for some time, will actually reverse. The proportion of the population aged 65 and over is expected to increase to nearly 20 per cent in 2030, from 13.5 per cent in 2010."

As the population ages, the total participation rate - the proportion of people 15 and over participating in the labour market - will fall, despite the increase in the participation rate among older Australians. "This expected decline has already begun and will become more pronounced by the end of the decade," he says.

Productivity is the key long-run driver of income growth, but declining export prices and labour-force participation are expected to subtract from national income growth in future.

If we assume the productivity of labour grows at its long-term average, then income per person would grow over the coming decade by about 0.7 per cent a year, about a third of the rate to which we've become accustomed, he says. To avoid that, we'd need to sustain labour productivity growth of about 3 per cent a year, about double the rate we've achieved so far this century.

If we fail to make the reforms needed to achieve that rate of productivity improvement, by 2024 our income per person will have risen only to $69,000 a year, not $82,000. We'll each be $13,000 a year less affluent than we could have been.

We own as much of their farm as they own of ours

Did you know that, at the end of last year, the value of Australians' equity investments abroad exceeded the value of foreigners' equity investments in Australia by more than $23 billion?

It's the first time we've owned more of their businesses, shares and real estate ($891 billion worth) than they've owned of ours ($868 billion).

These days in economics there's an easy way to an exclusive: write about something no one else thinks is worth mentioning, the balance of payments. We'll start at the beginning and get to equity investment at the end.

Before our economists decided the current account deficit, the foreign debt and our overall foreign liability weren't worth worrying about, we established that, when measured as a percentage of national income (gross domestic product), the current account deficit moved through a cycle with a peak of about 6 per cent, a trough of about 3 per cent and a long-term average of about 4.5 per cent.

Those dimensions were a lot higher in the global era of floating exchange rates than they'd been in the era of fixed exchange rates (which ended by the early '80s). This worried a lot of people, until eventually economists decided the new currency regime meant there was less reason to worry.

This explains why economists haven't bothered to note that for four of the past five financial years, the figure for the current account deficit as a percentage of GDP has started with a 3. And, as we learnt earlier this month, the figure for the year to December was 2.9 per cent.

So it seems clear that recent years have seen a significant change in Australia's financial dealings with the rest of the world. And the consequence has been to lower the average level of the current account deficit.

The conventional way to account for this shift is to look for changes in exports, imports and the "net income deficit" - the amount by which our payments of interest and dividends to foreigners exceed their payments of interest and dividends to us.

The first part of the explanation is obvious: over the past decade, the world's been paying much higher prices for our exports of minerals and energy. This remains true even though those prices reached a peak in 2011 and have fallen since then.

On the other hand, the prices we've been paying for our imports have changed little over the period. So, taken in isolation, this improvement in our "terms of trade" is working to lower our trade deficit and, hence, the deficit on the current account.

Next, however, come changes in the quantity (volume) of our exports and imports. Here, over the full decade, the volume of imports has grown roughly twice as fast as growth in the volume of exports. Until the global financial crisis, we were living it up and buying lots of imported stuff. And maybe as much as half of all the money spent on expanding our mines and gas facilities went on imported equipment.

The more recent development, however, is that the completion of mines and gas facilities means enormous growth in the volume of our mineral exports - with a lot more to come. At the same time, as projects reach completion there's a big fall in imports of mining equipment. That's a double benefit to the trade balance and the current account deficit.

Turning to the net income deficit, it's been increased by the huge rise in mining companies' after-tax profits, about 80 per cent of which are owned by foreigners. Going the other way, world interest rates are now very low and likely to stay low.

Put all that together and it's not hard to see why current account deficits have been lower in the years since the financial crisis, nor hard to see they're likely to stay low and maybe go lower in the years ahead.

The current account deficit has to be funded either by net borrowing from foreigners or by net foreign "equity" investment in Australian businesses, shares or real estate. This means the current account deficit is the main contributor to growth in the levels of the national economy's net foreign debt, net foreign equity investment and their sum, our net foreign liabilities.

Historically, our high annual current account deficits worried people because they were leading to rapid growth in the levels of our net foreign debt and net total liabilities.

But looking back over the past decade, and measuring these two levels relative to the growing size of our economy (nominal GDP), there's no longer a clear upward trajectory. Indeed, it's possible to say our net foreign debt seems to have stabilised at about 50 per cent of GDP, with net total liabilities stabilising a little higher.

Over the decades, the level of net foreign equity investment in Australia has tended to fall as big Aussie firms become multinational by buying businesses abroad and Aussie super funds buy shares in foreign companies, thus helping to offset two centuries of mainly British, American, Japanese and now Chinese investment in Aussie businesses.

But the net total of such equity investment is surprisingly volatile from one quarter to the next, being affected not just by new equity investments in each direction, but also by "valuation effects" - the ups and downs of various sharemarkets around the world as well as the ups and downs in the Aussie dollar.

Between the end of September and the end of December, net foreign equity investment swung from a net liability of $27 billion to a net asset of $23 billion. This was mainly because of valuation effects rather than transactions, so I wouldn't get too excited.

What it proves is that, these days, the value our equity investments in the rest of the world isn't very different from the value of their equity investments in Oz.

Ending the mining tax will hurt jobs

Don't be misled by last week's better-than-expected figures for employment in February. If you peer through the statistical haze you see the problem is the reverse: employment is weaker than you'd expect. Follow that through and it takes you to - of all things - the mining tax.


The job figures were better than expected for two quite silly reasons. First, because economists are hopeless at predicting month-to-month changes in employment and unemployment. Their guesses are wrong most months.

Second, because it suits the vested interests of the financial markets and the media to ignore the Bureau of Statistics' advice and focus on the volatile seasonally adjusted estimates rather than the more reliable trend estimates.The markets like volatility because it makes for better betting; the media like it because it makes for sexier stories.

If we put understanding ahead of thrills and spills and use the trend estimates, they show total employment grew by a paltry 58,000 over the year to February, an increase of just 0.5 per cent. Worse, within that, full-time employment actually fell by 24,000.

This doesn't fit with the news we got the previous week that real gross domestic product grew by a not-so-bad 2.8 per cent over the year to December. (Comparing employment to February with economic growth to December isn't a problem because employment responds with a lag.)

Economic growth of 2.8 per cent is only a bit shy of our medium-term trend growth rate of 3 per cent, which Treasury estimates is consistent with annual employment growth of 1.5 per cent, or 170,000 extra jobs.
So the real question we should be asking is why employment has been weaker than you'd expect.

The answer isn't hard to find: it's because "net exports" (exports minus imports) account for 2.4 percentage points of the overall growth of 2.8 per cent. And most of that is explained by the resources boom's shift from its investment phase to its production and export phase.

On one hand, construction workers are losing jobs as the building of new mines and natural gas facilities winds up while, on the other, few extra jobs are required to permit a huge increase in mining production. All this is fine for growth in production (real GDP), but bad for growth in employment.

Fact is, mining's so hugely capital-intensive that though it now accounts for an amazing 10 per cent of GDP, it still accounts for a mere 2.4 per cent of total employment.

Now, I've never had any sympathy for those who argue an expansion in mining isn't worth having because it generates so few extra jobs. This reveals a fundamental misunderstanding of how economies work (via the "circular flow of income").

The size of an industry's economic contribution is determined not by the number of jobs it creates directly, but by the amount of income it generates. And even with falling coal and iron ore prices, our miners are still highly profitable because their efficiency, plus the quality and accessibility of our mineral deposits, mean their marginal cost of production is far lower than that faced by miners in most other countries.

In other words, our miners earn huge economic rents.

What the mining bashers miss is that when all the income generated by an industry is spent, it generates jobs throughout the economy. This includes the income the industry pays in tax, which generates jobs when it's spent by governments.

In the case of mining, however, there's a weakness in this argument. For the income earned by an industry to generate jobs in Australia, it has to be spent in Australia. And our mining industry is about 80 per cent foreign-owned.

Got the message yet? For our economy and our workers to benefit adequately from the exploitation of our natural endowment by mainly foreign companies, our government has to ensure it gets a fair whack of the economic rents those foreigners generate.

This, of course, is the justification for the minerals resource rent tax. And the fact that, so far, the tax has raised tiny amounts of revenue doesn't mean mining is no longer highly profitable, nor that the tax isn't worth bothering with.

Because Labor so foolishly allowed the big three foreign miners to redesign the tax, they chose to get all their deductions up-front. Once those deductions are used up, the tax will become a big earner. Long before then, however, Tony Abbott will have rewarded the Liberal Party's foreign donors by abolishing the tax.

This will be an act of major fiscal vandalism, of little or no benefit to the economy and at great cost to job creation.

More privatisation will help fix the economy

I have no sympathy for those who take an ideological approach to the privatisation of government-owned businesses, whether they support all selloffs because governments are always inefficient or oppose all selloffs because the private sector can never be trusted.

No, each proposal should be judged on its merits - with a lot of boxes to be ticked before privatisation is justified.

Even so, it seems likely we'll see a fair bit of privatisation in coming days - particularly at the state level - as part of Joe Hockey's efforts to get his budget back in the black while avoiding having a contractionary effect on economic activity and, indeed, while ensuring the economy accelerates to the point where we get unemployment down again.

What squares this circle is staggered savings in the recurrent budget combined with increased spending on public infrastructure. Though it's getting late, a surge in infrastructure investment would also be a good counter to a possible collapse in mining investment over coming years.

While only Hockey's former scaremongering about supposedly soaring federal debt stands in the way of the feds stepping up their own infrastructure spending, they prefer it to be done by the states.

Trouble is, those state governments that haven't already lost their triple-A credit ratings are on the edge of doing so should their debt grow. In an ideal world, the (discredited) ratings agencies could be ignored and told to do their worst. But in our imperfect world it's probably not such a bad thing that politicians worry so much about their ratings.

So how can the states do a lot more infrastructure investment without increasing their debt levels? By privatising existing businesses and reinvesting the proceeds in new infrastructure. This is what Hockey hopes to encourage.

One disincentive the states face is that, as well as paying them dividends, the businesses the states own in effect pay company tax to their state owners, whereas privatised businesses pay company tax to the feds.

Although he's yet to spell out the details, Hockey has signalled his willingness to overcome this disincentive by passing that tax revenue back to the states.

On the face of it, the prospect of more state privatisations suffered a setback last week when the ACCC effectively vetoed the NSW government's plan to sell Macquarie Generation, the state's largest power producer, to AGL, one of the state's three largest power retailers. The commission judged that the deal would have resulted in a substantial lessening of competition in the electricity market.

This brings us to the first test of whether a proposed privatisation is in the public interest: it ought to involve an increase in competition within the relevant market and certainly shouldn't lessen competition.

Governments should resist the temptation to enhance the sale price of a business by adding to its pricing power, or sell off a natural monopoly without adequate regulation of its prices.

So it's a good thing the commission put its foot down. But, equally, it's a good thing NSW Treasurer Mike Baird expressed his intention to press on with plans to build up his privatisation recycling fund, and do so without selling any asset for less than its "retention value" to state taxpayers.

This raises the second test to be passed. The stream of dividends governments receive from the businesses they own (and are about to forgo) could easily exceed the saving in interest payments to be made from using the sale proceeds to repay government debt, unless the sale price is sufficiently high.

This is the main factor determining the business's retention value. To sell assets for less than that value is to put ideology ahead of the public interest.

Polling shows privatisation is greatly disapproved of by voters. But this is the punters wanting to have their cake and eat it. They demand better infrastructure, but don't want to pay higher taxes for the privilege, nor give up government services, nor see government deficits and debt build up.

Well, they can't have it both ways. And an obvious compromise is for governments to sell businesses for which there's no good reason for continued public ownership and use the proceeds to get on with meeting new needs.

It's notable that polling suggests such recycling deals attract significantly less voter disapproval. Note to diehard rationalists: hypothecation is the key to escaping the budget impasse.

But there's one last test to be passed to make such deals good economics: the new infrastructure's social benefits have to exceed its social costs. And public transport projects are more likely to do that than yet more motorways.

Clear signs the economy is picking up

At last some good news on the economy. This week's national accounts for the December quarter show the economy speeding up and, in the process, starting its fabled "transition" away from being driven largely by mining investment.

The economy's medium-term "trend" rate of growth in real gross domestic product - the rate that holds unemployment constant - is thought to be 3 per cent a year. For much of last year the economy was seen to be travelling at only about 2.5 per cent, thus leading to a slow but steady rise in unemployment.

But this week's accounts from the Bureau of Statistics show real GDP growing by 0.8 per cent in the December quarter and by 2.8 per cent over last year. Applying a bit of judgment, we can say the economy is probably now growing at an annualised rate of about 2.8 per cent.

This isn't enough to stop unemployment rising - and we really need a period of growth well above 3 per cent to get the jobless rate heading back down to its own trend level of about 5 per cent - but it beats 2.5 per cent.

And, as I say, the accounts show reasonably convincing evidence the "rebalancing" of the economy - away from mining investment and towards the other sectors of the economy and sources of growth - is finally under way.

After quite a few quarters of weakness, consumer spending grew by 0.8 per cent in the quarter and by 2.6 per cent over the year. This strengthening is a bit of a surprise when you remember household disposable income is only crawling ahead, with no growth in employment and very low rises in wages.

Arithmetically, the explanation is a fall in the household saving rate from 10.6 per cent of disposable income to 9.7 per cent. But this ratio is volatile, so I wouldn't take it too literally. It's possible households have shaved their rate of saving - say, from the high 10s to the low 10s - but I doubt it signals a return to the low saving rates we saw in the couple of decades before the global financial crisis.

The second sign of rebalancing was long-awaited real growth of 1 per cent in spending on home building, including renovations. This is not unexpected considering the rises in established house prices and in the issue of local government building permits.

More recent "partial indicators" for the month of January confirm that consumption and home building have picked up. Nominal retail sales grew by a strong 1.2 in the month to be up 6.2 per cent on a year earlier. And residential building approvals rose strongly in the month to be up 34 per cent on a year earlier.

Public sector spending rose by 1.1 per cent in the quarter, contributing 0.3 percentage points to the overall growth of 0.8 per cent in real GDP. Most of this came from public infrastructure spending.

But now we get to the bad news. Most of the growth I've outlined so far was offset by a sharp fall in business investment spending, which dropped by 3.6 per cent.

Most of this decline is explained by a drop in mining investment as the investment phase of the resources boom comes to an end. It's now clear mining investment peaked about a year ago.

It was our knowledge that mining investment was about to fall back from the dizzying heights it reached that caused us to see the need for "transition" or "rebalancing" in the economy (plus a few other buzzwords I've forgotten).

But this brings us to the weak part in the transition so far. Although most of the fall in total business investment is explained by mining, it's clear investment spending in the non-mining sector also fell - which is not what the doctor ordered. Rough estimates by Kieran Davies, of Barclays bank, suggest it fell by 1.2 per cent in the quarter and by 7 per cent over the year.

So if most of the growth in domestic demand in the quarter was cancelled out by the fall in business investment, where did the overall growth in aggregate demand of 0.8 per cent come from? From the one place left: net external demand, otherwise known as "net exports" - exports minus imports.

The volume (quantity) of exports grew by 2.4 per cent in the quarter and by 6.5 per cent in the year, whereas the volume of imports fell by 0.6 per cent in the quarter and by 4.6 per cent in the year.
Put the two together and net exports made a positive contribution to overall growth of 0.6 percentage points in the quarter and 2.4 points over the year.

Why are exports growing so strongly? Mainly because of rapid growth in our exports of minerals and energy as new mines come on stream. Why are imports so weak? Partly because domestic demand has been weak, but particularly because of the fall off in mining investment, which involves a lot of imported equipment.

So the investment phase of the resources boom is coming to an end and leaving a hole in the economy, but the production and export phase of the boom is helping to fill the hole - helping to tide us over while the non-mining economy is getting back on its feet (to mix a few metaphors).

The resources boom's now favourable effect on net exports translates into a much lower current account deficit on our balance of payments. Whereas it used to get as high as 6 per cent of GDP in the old days, and averaged about 4.5 per cent, for the December quarter it was just 2.6 per cent.

Who's paying the rent are are you getting any?

What is rent? You don't make it past the elementary economics class unless you know that's a trick question. In economics there are two kinds of rent: common or garden rent and "economic rent".

Obviously, ordinary rent is what you pay for the use of a building or land. By contrast, economic rent (also called quasi rent) is the amount paid for any "factor of production" - land, labour or capital - in excess of the amount it needs to be paid to keep it in its present use (which is its "opportunity cost").

If you think you've never heard of economic rent before, you're probably wrong - unless you haven't heard of the minerals resource rent tax or of "rent-seeking".

It doesn't get talked about a lot, but economic rent is widespread in every real-world economy, making it something worth talking about. You never know, you may be getting a bit yourself (I'm getting loads).

Economic rent isn't a cost of production that contributes to the selling price of the factor - the land, the physical capital or the labour. Rather, it's earnings to the owner of the factor determined by the selling price.

Economic rent is equivalent to "producer surplus" in the market for goods and services. When it's received by a business it's also known as "above-normal profits" or "super profits" (does that term ring a bell?).

Economists define profit differently to accountants. To an accountant, profit is sales revenue minus actual costs. To an economist, costs involve actual costs plus the opportunity cost of the financial capital invested in the business - that is, the most the capital would earn in a different industry with an equivalent degree of risk. (For unincorporated businesses, the opportunity cost also includes the highest wage the proprietor could earn in a different job.)

The opportunity cost of the capital invested in the business is what economists call "normal profit". Any actual profit in excess of actual costs plus normal profit is above-normal profit and likely to be the consequence of economic rents.

What is it that allows some factors of production to earn economic rent - higher returns than those needed to keep them in the business? Scarcity or, better, exclusivity. The factor possesses some highly desirable characteristic that means there's not enough of it to go around, so people fight over it and, in the process, bid up its price.

In a textbook economy such a situation wouldn't last long because the market would have an incentive to increase the supply of the desirable factor to meet the high demand. In real-world economies, economic rents can persist because they're not easily replicated. The supply of harbourside land, for instance, is fixed.

The exclusivity of factors may be natural or contrived. Governments often create economic rents by limiting the number of licences they're willing to issue to participants in particular industries - taxi plates, for example.

Patents and copyright are designed to allow creators to enjoy economic rents for a fixed time. This implies monopoly profits are a form of economic rent, although rents can be enjoyed by multiple firms in an industry.

And don't forget many workers benefit from rents. Unions may be able to limit the supply of a particular occupation and so force wages above what they would otherwise be. In this, however, trade unions are amateurs compared with the colleges of medical specialists.

But some rents aren't contrived. If I were prepared to do my job for $60,000 a year but my boss paid me $100,000, I'd be enjoying economic rent of $40,000 a year. Why would he pay me more than my "reservation wage"? Because if he didn't, a rival employer would.

Of course, the people who do best in the rent stakes are film stars, sports stars and the like. Such people have far more talent than the rest of us, but they also have a name - are a brand - that attracts more customers than other actors or players do.

The point of all this is that, from a social (community-wide) point of view, economic rent is a waste. It's a price customers pay that does nothing to increase the production of goods and services. If we could eliminate it - say by taxing it away - it wouldn't reduce production, just the incomes of the owners of scarce resources.

This, of course, is the justification for the minerals resource rent tax. There is a lot of economic rent associated with the exploitation of mineral deposits, particularly in Australia, because world reserves of certain minerals are relatively limited and because much of our supply is high quality and easily won.

Since these resources belong to us, not the mining companies we permit to extract them, we'd be mugs not to tax much of that rent rather than letting largely foreign companies walk away with most of it.

I hope by now you understand why the Abbott government's talk of all the damage the mining tax is doing to the economy is tosh, intended to mislead the economically undereducated. (Which is not to say Labor's tax was well designed - it wasn't.)

It is rational for workers to be "rent-seekers" in the sense that they equip themselves with scarce skills and work hard at being the best in their field. Similarly, it is rational for firms to seek out niches where prices far exceed costs.

But that's not what the term "rent-seeker" - which comes from the libertarian "public choice theory" - is usually taken to mean. It refers to groups that lobby the government for tax, spending or regulatory policies that benefit the lobbyists at the expense of taxpayers or consumers, or their rivals.

As The Economist magazine puts it in its business dictionary, it means "cutting yourself a bigger slice of the cake rather than making the cake bigger".

Why the end of car-making isn't such a terrible thing

One advantage of getting old is meant to be a greater sense of perspective. You've seen a lot of change over your lifetime and seeing a bit more doesn't convince you the world is coming to an end. Unfortunately, getting old can also leave you convinced every change is for the worst as the world goes to the dogs.

A lot of people have been disturbed by the news that Toyota's closure as a car maker in 2017 will bring an end to the manufacture of cars in Australia, with the loss of many jobs also in the parts industry.

But my guess is the most disturbed observers will be the old, not the young. I doubt if many young people had been hoping for a career in the car industry. And I know that few people - young or old - buy Australian-made cars.

That's not a cause for guilt, but for being sensible. To regret the passing of an industry whose products few of us wanted is just sentimentality, making no economic sense.

A lot of the dire predictions we're hearing won't come to pass. However many jobs the vested interests are claiming will be lost, they're almost certainly exaggerating.

That's particularly true of the alleged flow-on effects, which are often calculated on the assumption that any money which would have been spent buying the product in question will now not be spent on anything.

I've never believed car making was of special strategic significance to advanced technology. Every industry claims to be special. And I've heard the claim that this spells "the end of manufacturing in Australia" too many times in the past to believe it.

You think 35,000 is a huge number of jobs to be lost? It isn't. It's 0.3 per cent of all jobs, equivalent to about two months' net job creation in a normal year. You think this could put the economy into recession? We're overdue for another recession but this isn't nearly big enough to be the main cause of one. Even if it was, it wouldn't happen until 2017.

It's true some of the workers who lose their jobs won't be able to find alternative jobs, and some that do won't find jobs as well paid. But far more will find jobs than many of us imagine. Naturally, it's important for governments to give affected workers a lot of help to retrain and relocate.

Some people assume an imported car creates no jobs. Far from it. Are you able to buy an imported car for anything like the price at which it crosses our docks? Of course not. Most of the gap between the landed price and the retail price goes on creating jobs for Australian workers in our extensive car-distribution industry.

The fact is the sale, fuelling, servicing and repair of cars has always involved far more jobs than the making of cars and car parts has.

I've been responding to people's fears about the decline in manufacturing for almost as long as I've been a journalist because manufacturing's share of total employment began declining well before I joined Fairfax in 1974.

The truth is the industrial structure of our economy has been changing slowly but continuously since the First Fleet. A lot of angst has been generated over that time but the fact remains we're infinitely more prosperous today than we were then - with a much higher proportion of the population in the paid workforce.

The changing mix of industries is actually a primary cause of our greater affluence. Countries that try to prevent their industry structure changing are the ones that stop getting richer.

To put the latest developments into context, let me show you the bigger picture of Australia's economic history, drawing on a Reserve Bank article. Throughout much of the 19th century, agriculture accounted for about a third of the nation's total production, with mining bigger than manufacturing.

By Federation, agriculture provided about 25 per cent of total employment, with manufacturing providing 15 per cent and mining about 8 per cent. By the 1950s, however, manufacturing had grown to 25 per cent, agriculture was falling towards 10 per cent and mining was down to 1 per cent.

So as the shares of agriculture and mining declined, manufacturing's rose. But from the 1960s, manufacturing's share of total employment started falling from its peak of about 25 per cent to be down to about 8 per cent today.

Remember, however, that an industry's declining share of the total doesn't necessarily mean it's getting smaller in absolute size. Although today agriculture accounts for only about 3 per cent of the total, the quantity of rural goods we produce has never been higher. And manufacturing's output began falling only in recent years.

So an industry's share falls mainly because other industries are growing faster. And, with the exception of mining, the sector that has provided virtually all the growth is services. It accounted for half our jobs even in the 19th century, but from the 1950s its share took off, rising sharply to about 85 per cent today. Most of the growth has been in health, education and a multitude of "business services".

Many older people find the relative decline of manufacturing disturbing but I can't see why. Services sector jobs tend to be cleaner, safer, more skilled, more value-adding, more satisfying and better paid.
