Budget is a guide to who's a Morrison mate and who's not

Despite all the accusations being hurled at Scott Morrison, to my knowledge he’s never done what so many election-winning leaders do and promised to “govern for all Australians”. A promise not made, and thus not broken. All governments tend to look after their party’s friends and supporters, but Morrison has made this a defining feature of his reign.

There was a brief period early in the pandemic when he was in all-in-this-together mode. That was when, utterly uncharacteristically, he doubled the level of unemployment benefits – JobSeeker, to use its latest label – for a few months.

But it wasn’t long before it became clear he was playing favourites. The lockdown left many overseas students without part-time work and eligible for no government support. They were told to find their own way home, which many did.

Suddenly, the universities became public enemy No. 1. The same party that had gone for years urging the unis to find new sources of income and be less reliant on the federal taxpayer were attacked for becoming too reliant on revenue from overseas students.

While businesses large and small lined up for the JobKeeper wage subsidy scheme, our publicly owned universities were declared ineligible. Thousands of jobs were lost and, unlike with most other industries, are unlikely to return any time soon.

Our few privately owned universities were eligible, however. Similarly, public schools weren’t eligible, but independent schools were.

The government’s disdain for universities continued in last week’s budget. While Treasurer Josh Frydenberg was handing out prizes as though at a Sunday school anniversary, the universities got next to nothing.

True, the new “investing in Australia’s university research commercialisation payments” program will cost $1 billion over five years. But almost all of that will involve transferring money from existing programs.

The funny thing about the budget’s centrepiece, the cost-of-living package, is that though it doesn’t seem all that generous – a one-off $250 cash payment to pensioners and other welfare recipients, an extra $420 to those eligible for the low and middle income tax offset, and a 22c a litre cut in petrol excise for six months – at an overall cost of $8.3 billion it’s the most expensive new measure in the budget.

Because its intention is to mollify all those feeling pain from the recent jump in living costs, this is the most inclusive of the budget’s measures, with most families standing to benefit.

But though the $250 payment is aimed at those at the bottom of the income ladder, and the extra tax offset will help more than 10 million taxpayers, the cut in petrol excise will be of greater benefit to businesses and higher income-earners, simply because they use more petrol.

One group of big winners favoured in the budget are the tiny minority of people and businesses in the regions. Frydenberg announced “an unprecedented regional investment that includes transformational investments in agriculture, infrastructure and energy in the Hunter, the Pilbara, the Northern Territory and North and Central Queensland”.

Do you remember Barnaby Joyce’s Nationals demanding rural assistance in return for allowing Morrison to sign up to net zero emissions by 2050? At the time, the assistance wasn’t disclosed. Now it is.

They’re getting $7.4 billion for dams, a $2 billion “regional accelerator program” to accelerate growth in the regions, and a $1.3 billion regional telecommunications package to expand mobile coverage across 8000 kilometres of regional transport routes. Thanks a billion.

No budget would be a pre-election budget without further tax breaks to that huge voting bloc, small business. This time they’ll be getting a $120 tax deduction for every $100 they spend on training their employees, and on investment in digital technologies. That’s $1.7 billion over three years.

No doubt many small businesses will benefit from another measure to encourage more apprenticeships. The new apprentice gets $5000 and the employer who takes them on gets a wage subsidy of up to $15,000. I’ve read that tradies are the new key political demographic.

Sometimes, groups get special treatment not because they’re mates, but because governments fear offending them. A prime example are West Australians and their government. Under a deal done by Morrison when he was treasurer, because they’d convinced themselves they weren’t getting a fair share of the annual carve-up of GST revenue between the states, federal taxpayers will be paying the West Australians an extra $18.6 billion over the six years to 2025-26.

This despite the surge in iron ore royalties making Western Australia the only government in the land running a budget surplus. Tough times.

So, who wasn’t on the budget’s receiving end? The help for first-home buyers was token, and for renters, non-existent. There was a bit more to ease the continuing problems in aged care, but Frydenberg was easily outbid by Anthony Albanese.

Frydenberg has greatly reduced childcare costs for second and subsequent children, but Albanese is promising to make it free for virtually all families.

As voter loyalty to particular parties declines, politicians encourage a what’s-in-it-for-me approach to elections and pre-election budgets. If so, it’s important to know whether you’re a mate or a non-mate.

OECD boffins find a new and better reason to increase the GST

Ask almost any bunch of economists what big reforms to the economy we need and their list will start with tax reform and probably not get much further. Ask a bunch of big-business people what we need and their list will linger lovingly on tax reform.

You can see this in the Organisation for Economic Co-operation and Development’s latest report card on our economy, the first since 2018. To be fair, the rich-nations club’s list of important reforms included much more than tax. But tax was front and centre of news reports in the financial press.

In particular, it seized on the outfit’s recommendation that we either increase the rate of the goods and services tax, or broaden the range of goods and services to which it applies, and use the proceeds to cut the rates of income tax. Good one! Yay! Let’s do it!

But hang on. Haven’t we heard this tune before? Yes, we’ve been hearing it for years. And haven’t both sides of politics made it clear it’s not on their list of promised reforms?

Yes, they have. But federal politics has degenerated to the point where both sides have not one controversial reform on their to-do list. That’s what inspiring, ambitious leaders our politicians have become. But all the more reason the rest of us should be writing our to-do lists for them. Let ’em know there’s work they should be doing.

Starting with the economists, their obsession with taxation comes from their favourite, “neo-classical” model of how our market economy works. In every market you have a contest between demand on one side and supply on the other.

What brings the two sides into balance is the “price mechanism”. The price of the item in question goes up or down until demand and supply are equal. This is why, if economists wore T-shirts, they’d say Prices Make the World Go Round.

To a neo-classical economist, prices are the great source of incentive, the great motivator. And, to them, a tax is just another price. So governments’ control of what’s taxed and at what rate gives them huge power to change the behaviour of producers and consumers in ways that make the economy work better – or worse.

Well, yes, there’s some truth in that. But maybe not as much of it as the economists’ grossly oversimplified model of the economy leads them to believe.

As for big-business people, their obsession with taxation, and income tax in particular, comes because they pay so much of it. Almost all their proposals, invariably marketed as great for “the economy,” involve them paying less and everyone else paying more.

It’s notable, however, that whereas business people see the greater revenue from an increased GST being used to cut income tax rates on higher incomes, the OECD boffins see it being used to cut the tax on low and middle incomes.

Why? Because income tax is the tax system’s main “progressive” tax – that is, as incomes rise from the bottom to the top, the rate of tax people are required to pay gets progressively higher, whereas “indirect” taxes such as the GST are “regressive” – they take a higher proportion of lower incomes than higher incomes.

So, the organisation’s boffins argue, the fairness of the tax system overall could be preserved by giving proportionately higher cuts to low and middle income-earners than to higher income-earners. Not what the Business Council had in mind.

The boffins advance their usual argument for changing the “mix” of federal taxes, raising a higher proportion from the GST and a lower proportion from personal income tax. Relative to the organisation’s other member-countries, they say, we are much less reliant on taxes on goods and services.

This is true. What’s not true – provided you compare apples with apples – is that we rely far more heavily on income tax collections than the others do.

No, the real standard argument for reducing income tax’s share is that the high “marginal” tax rates imposed on the last part of high income-earners’ incomes discourage them from working and innovating as much as they otherwise would.

The mainly older and more powerful men paying the top tax rate (as I do) have no trouble believing this to be true, as neo-classical theory says (sort of). Trouble is, there’s little empirical evidence that the theory accurately describes the real world.

Indeed, the empirical evidence says it’s mainly “secondary earners” – such as mothers deciding whether it’s worth moving from part-time to full-time work – who are discouraged from doing more paid work. The well-paid old men have never worried much about them.

So the conventional arguments for changing the tax mix aren’t very convincing. But the boffins have come up with a new and more convincing reason to increase our reliance on the GST: to ensure the total tax system remains able to raise all the revenue we’ll need to cover the ever-growing demand for government spending, particularly on health, ageing and education.

They point out that, left unchanged, our reliance on the GST will decline in coming decades (because it doesn’t tax the fastest growing classes of consumer spending), whereas reliance on income tax will increase (because of unreturned bracket creep).

But, as well as adding to government spending on the age pension, health care and aged care, the ageing of the population – read the retirement of the baby boomers – means more of the population (even people like me, who’ll be very comfortably off) will be paying little income tax. That’s mainly because income from superannuation is hardly taxed.

This will mean much pressure for those people still working to make up the shortfall by paying higher rates of income tax – far higher rates than retired people with the same income are paying.

Unless, of course, we extract more from the comfortably retired by at least requiring them to pay higher GST as they spend their largely untaxed public and private pensions.

Why economic modelling results are dodgy

Modelling is hugely fashionable in Canberra (joke intended). Any lobby group seeking to persuade the government to do something – or not do something – produces allegedly independent modelling that supposedly backs up their case.

Government isn't above using modelling to make its case, either. Had Malcolm Turnbull decided to go ahead with raising the goods and services tax, he would have produced modelling to show how wonderful that would be.

When he decided not to increase the GST, he naturally produced modelling to show that the gains to the economy would have been minor.

Have you detected my note of scepticism? The mathematical models of the economy that economists produce are supposed to be an aid to thinking. In the public debate, however, they're used as a substitute for thinking.

When it suited the government to make public a version of Treasury's modelling of a "tax mix switch" – raising the GST and using the proceeds to cut income tax – it came with a product warning: "This modelling is indicative at best and care should be taken with its use".

That was inserted to protect the modellers' professional reputation from criticism by people like me.

It's a gross understatement. What it should say is: we've been asked to answer a question our model is incapable of answering with any reliability but, because we enjoy modelling – and are quite well paid to do it – we've fudged up something that looks like an answer.

People are impressed by economic modelling because it's done on a computer. It has to be because it involves solving so many equations and so many calculations.

So, at one level, modelling is highly sophisticated. At another level, however – and this is the bit the punters never get – it's amazingly primitive. Why? Because the economy is so hugely complicated that no simplified model of it is capable of doing justice to its many possible reactions to some development.

Be clear on this. I was pleased when Turnbull decided not to increase the GST. It wouldn't have been a good change. And I happen to agree that a tax mix switch reliant on the GST would do little to increase economic efficiency or foster "growth and jobs".

So I'm not attacking Treasury's modelling for the usual reason people do: because its findings don't accord with their prejudices. No, what I object to is the way economists (who just want to be paid to keep playing with their models) collude with politicians and vested interests in using modelling to hoodwink the public.

Try to con my readers and I'm like the mother bear in The Revenant.

What if I told you that rather than a tax with an $18,200 annual tax-free threshold and rates of tax rising from 21 per cent to 47 per cent as incomes rise, the personal income tax modelled by Treasury was a flat-rate tax of 16.7 per cent, applying from the first dollar of income?

It's true. You can read all about it in a Treasury working paper published last April.

But we've never had such a tax and are never likely to. It's radically different to the progressive tax we do have. So why on earth would you use it for the modelling?

Because it's the best the model can do. It's simply not capable of modelling our real-world income tax. Why not? Because the model has just one household in it - the "representative" household.

But it does have 111 businesses – one for each of the 111 industry sectors it identifies. To this it adds one government (not eight) and one "foreign sector".

The basic model Treasury – and many other modellers – uses is called a "static, representative household, computable general equilibrium (CGE) model".

The CGE bit means the model attempts to cover the whole economy, not just one bit of it. This allows it to capture some of "the main second-round effects of taxes on households, firms and investors". It's also able to capture interactions between different taxes.

But that advantage comes with the huge disadvantage of the single, representative household. We know Australia's 9.2 million households differ greatly in many respects – size, age, income, spending patterns, saving rates, ability and desire to work.

But for "analytical tractability" (to stop the model becoming impossible to understand, even by the modeller) all these dimensions are reduced to averages. And, as we know, the statistical average household, being a mixture of everything, is often quite un-representative.

Apart from being unable to cope with a progressive income tax, the model is also unable to cope with means-tested welfare benefits. It was able to model only a fraction of the compensation that would have had to accompany an increase in the GST (the huge cost of which is the real reason Turnbull abandoned the idea, not the happy modelling about benefits to the economy).

The model assumes that an increase in the rate of tax discourages people from doing as many hours of paid work. But it uses a single, average "elasticity of labour supply" (the degree of workers' responsiveness to changes in their after-tax wage) for the representative household.

Really? Professor Patricia Apps, of Sydney University, points to the empirical evidence showing that "primary" earners (mainly husbands working full time) have quite low elasticity – have you tried telling your boss that from now on you'll be working only 37 hours a week, not 38? – whereas "secondary" earners (mainly mothers working part time) have quite high elasticity.

Averaging the two together makes the exercise meaningless.

The modellers concede that "general equilibrium models are necessarily a simplification of the economy and, as such, they can only incorporate a stylised representation of the tax system".

I'd say models are a cartoon caricature of the economy, quite incapable of answering the intricate questions we ask of them.

The real reasons GST won’t be changed

After the months we've spent debating changes to the goods and services tax, a lot of people were surprised to learn last week that the idea's been abandoned.

But not me. I've been expecting it since November 24. Why? Because everything has unfolded just as my colleague Peter Martin revealed in the column he wrote 12 weeks ago.

"The big GST decision, on whether to lift it to 15 per cent, is already as good as made. The Treasurer and Prime Minister won't do it. Nor will they extend the goods and services tax to food, to health or to education, although they might yet extend it to financial services," Martin wrote.

What was arguably the biggest political scoop of the year was ignored. Maybe the denizens of the House with the Flag on Top didn't believe it. What's an economics editor doing getting scoops? Why would you bury a scoop in a column? Why was he told when we weren't?

Or maybe it suited no one in the building to kill off the GST story so soon. Politics is like a drama, where each player sticks to his part. Labor didn't want to know there'd​ be no change to the GST because it wanted to keep running its scare campaign.

Similarly, the press gallery wanted to keep milking the story for scary headlines. As for the government, it would have wanted to manage expectations, gradually conditioning its backbenchers and business urgers to the idea that tax reform wouldn't be as radical as first thought.

When the time was ripe, ministers' offices would start leaking bits of the story to key journos – the proper way to get a scoop – preparing the way for the boss to drop a big hint on some TV program, before formally acknowledging the decision.

The trouble with Martin's scoop was it was out of sequence; it didn't fit the standard choreography; it was the media playing something other than their allotted role. When the play was only half-way through, a rogue journo stood up and read out the last page.

Better to pretend it hadn't happened.

But this means we've been given the sanitised, media-managed version of how the decision was reached. For a start, careful leaking has removed the demand for the government to explain why it rejected the options for broadening the GST base.

Fortunately, Martin gave us the unsanitised explanation. Extending the tax to fresh food "was never going to happen". It would hit low earners hardest, and these days it's almost impossible to compensate them, we were told.

Extending it to health and education was considered to be unfair. People who use public schools and hospitals would pay no extra, while those already paying for access to private schools and hospitals would pay extra, Martin told us.

Last week's official version of the government's reason for deciding not to increase the rate of GST was its Damascus-road experience on January 25 when Treasury surprised it with modelling showing that using an increase in the GST to cut rates of personal income tax would do nothing to foster "growth and jobs".

Two small problems. First, this should have come as no surprise to anyone who'd read the tax reform discussion paper issued last March, which advised that personal income tax and the GST were little different in terms of economic efficiency.

Second, it portrays the decision not to change the GST as a simple economic calculation, untouched by base political considerations. Yeah, sure.

For a start, Treasury's modelling also shows that big efficiency gains could be had by using an increase in the GST to cut the rate of company tax. The government's unwillingness to contemplate such a switch was obviously political.

But the really significant consideration glossed over by the media's sanitised version of events is Martin's revelation that, since the GST was introduced, it's become much harder and more expensive to compensate low and middle income-earners for the regressive effect of indirect tax increases.

These days, many low income-earners neither pay income tax nor receive government benefits. Labor excluded many part-time workers from income tax by trebling the tax-free threshold to $18,000 a year, while the Liberals made superannuation payouts tax-free.

When people neither pay income tax nor receive a benefit, how do you compensate them? How do you even know how much to give them?

This explains why Treasury now estimates that at least half the gross proceeds from a GST increase would be needed for compensation, leaving much less room for tax cuts – personal or company – and making the politics of tax reform much more daunting.

Turnbull’s tax reform striptease has started

Sorry, Malcolm, but it's not adding up. Of course, it's probably not intended to add up just yet. That's what our Prime Minister's still working on. But last week we got a big hint on how we'll be let down gently.

Turnbull replaced Tony Abbott in September with three key tasks to perform: restore the government's popularity by being very different to his bellicose predecessor, make progress in delivering big business's reform agenda, and do better on returning the budget to surplus.

For good measure, he needed to cheer up our business people, whose lack of faith in the economy's future was holding back the recovery in non-mining business investment.

I have no problem with last week's package of measures to encourage innovation, even if there's no assurance most of them will prove effective. We've been promised that Tuesday's mid-year budget update will reveal how their cost of $1.1 billion over four years will be covered.

Turnbull is providing what his predecessor never could, a positive "narrative" of how he, with a few judicious policy changes, is leading us onward and upward to a brighter, more prosperous future. All the talk of innovation is part of that. Fine.

But it doesn't fit. His package of increased spending (and increased tax concessions) doesn't fit with Scott Morrison's rhetoric that increased taxation is unthinkable, so all measures to repair the budget must involve reduced spending.

Nor do his new tax concessions fit with the most basic principle of tax reform: broaden the base to cut the rate.

And even if he does find spending cuts to cover the cost of his new spending, they'll come at an opportunity cost to budget repair. Measures that could have been used to reduce the deficit have instead been used merely to stop it getting worse.

A key tactic in Turnbull's efforts to restore big business's confidence in the government was to announce that all options for tax reform were now back on the table.

Fine. But most of them were mutually exclusive. If you jump one way, that rules out jumping four other ways. In particular, we have at least three competing ways to use the proceeds from an increase in the goods and services tax.

But if Turnbull is to take a tax reform package to next year's election, its details will need to be finalised before the May budget. So we've come to the point where Turnbull must start taking options off the table.

Though it's not clear to many observers which options will go and which survive, it would be surprising if, by now, Turnbull and Morrison hadn't formed a pretty clear idea of where they want to end up.

Almost three weeks ago, my colleague Peter Martin got way ahead of the game – so far ahead it suited not the government, the opposition or the media to admit they'd read his piece – and confidently laid out the various reasons why the government had pretty much decided not to go ahead with any significant changes to the GST.

The first problem was that ownership of the GST had been bequeathed to the states. Why would the feds incur the huge political risk involved in increasing the rate or broadening the base of the GST just to make life easier for the premiers?

But how could they use the proceeds from a GST increase for other purposes without paying a sufficient bribe to the premiers? Fail to do so and the premiers have nothing to lose by opposing the increase.

The other big problem is that increasing the GST is political suicide without adequate compensation to low and middle income earners, but various changes since 2000 have made this very much harder and more expensive.

More than half the gross proceeds from a GST increase would be needed for compensation, with a much higher proportion of it going as increases in welfare spending rather cuts in income tax.

Everything that happened at last week's meetings with state treasurers and premiers was consistent with the thesis that the states have been cut out of the GST inheritance as just the first veil to be removed in the tax reform striptease.

But with a deteriorating budget position, how could the government afford to cut income tax and company tax without having the net proceeds from a GST increase to call upon?

It's obvious, though not easy: broaden the income tax and company tax bases by removing sectional concessions – superannuation, for starters – and use the proceeds to fund a revenue-neutral cut in tax rates.

Tax reformers forget budget repair

Don't say no one warned you. As finally the nation focuses on tax reform, something is quietly slipping out of our grasp: the return to a balanced budget.

How so? Short answer: an annoying little thing called opportunity cost. Long answer: tax reform and budget repair are, to a significant extent, in conflict. The more we get of one, the less we get of the other.

So which does the government, its big business urgers and most economists want more? The choice will be most excruciating for Treasury.

The first reason for doubting we'll ever see a return to structural budget balance starts with simple arithmetic. For tax reform to have no direct effect on repair of the budget, the total reform package needs to be "budget neutral": its net changes on the revenue side should exactly offset its net changes on the spending side.

But major, potentially unpopular tax reform doesn't work that way. In practice, governments need to minimise the number of net losers by giving away more than they take.

John Howard's package introducing the goods and services tax in 2000, for instance, was heavily budget negative. He'd taken the precaution of saving up, so to speak, to pay for disproportionate tax cuts by amassing huge bracket creep, having avoided tax cuts for five or six years.

Of course, he had the budget well back into surplus by then and could take the hit without causing concern.

Nothing about Malcolm Turnbull's rhetoric suggests he's headed for a budget neutral package. He's been assuring his right wing that the package won't involve any net increase in the overall tax take.

But if it's revenue neutral rather than revenue positive, that means it has to be budget negative.

Why? Because the package will need to compensate low-income earners via increased spending on pensions, the dole and family allowances.

And if the premiers aren't to oppose the reform package, the feds will need to pay a fair proportion of the GST proceeds to the states. This would represent a decrease in Tony Abbott's $80 billion in prospective budget savings from cuts to the states' grants for schools and hospitals, already in the budget's forward estimates.

The second reason for doubting the budget will ever be repaired is that much of the present deficit is structural rather than cyclical. Turnbull has been saying the budget will return to surplus once the economy gets back to trend growth.

Sorry, Malcolm, not right. By definition, to say we have a structural deficit – as Treasury does in each year's budget papers – is to say the budget will still be in deficit even when we've returned to the normal part of the business cycle.

Structural deficits are the cumulative effect of past unfunded decisions to cut taxes or increase spending. This may not have been obvious at the time if the economy happened to be booming, giving you a big cyclical surplus to hide your transgressions.

This is why so much of our present structural deficit is owed to the decisions made by the Howard government during the first stage of the resources boom, including the eight successive tax cuts and, notably, Peter Costello's unsustainably generous increase in superannuation tax concessions in 2007. Also, Howard's halving of capital gains tax in 1999 (which has done so much to fuel negative gearing).

Labor's unfunded spending on the national disability insurance scheme and the Gonski school funding reforms have added to the structural problem laid by the Coalition, though much of this spending is to come.

Apart from allowing bracket creep, the only way to eliminate a structural deficit is via explicit cuts in spending and "tax expenditures" (special tax breaks), and explicit tax increases.

With tax cuts and tax expenditures playing such a big part in creating the structural problem, to resolve to fix it solely via spending cuts is a recipe for failure. That's the lesson of last year's disastrous budget.

The obvious way to begin eliminating the structural deficit is to reverse at least some of the irresponsible tax expenditures that gave rise to it. However, if Turnbull summons the courage to act on super and capital gains, it's likely he'll use the proceeds to make his tax package look fairer, not to cut the deficit.

The third reason for doubting we'll ever see budget repair also concerns opportunity cost. Even a leader as popular as Turnbull has a limited supply of political credit to draw on.

The more points he uses on the unpopular elements of his tax reform package, the fewer are left to cover the unpopular measures needed to get the budget back to balance.

Everyone wants a slice of a higher GST

Norman Lindsay called it the Magic Pudding. Economists call it opportunity cost. In the untiring campaign by some for an increase in the goods and services tax, a new magic pudding has been created. The trouble is, opportunity cost is real, but magic puddings aren't.

Put at its simplest, the concept of opportunity cost says that if you've got a dollar, you can only spend it once. This truth might be glaringly apparent, but it's surprising how often grown men (and, less commonly, grown women) forget it.

By contrast, the original magic pudding allowed its owners to "cut and come again". No matter how many times they cut themselves a slice, the pudding would magically grow back.

Just the most recent proposal for a higher GST – of 15 per cent – comes from the Premier of NSW, Mike Baird. He wants it to help the state governments raise more taxation to help them pay for the ever-growing cost of their public hospitals and still balance their budgets.

But Baird and some of his fellow premiers aren't the only people with designs on the extra revenue a higher GST would bring. He's been spurred by the knowledge that, so far, Prime Minister Tony Abbott is sticking with the plan announced in last year's budget to move to a less generous way of indexing federal grants to the states for their public hospitals and schools from 2017, which would cause those grants to grow by $80 billion less than they would have, over the following decade.

There are people cynical enough to believe this cut was aimed at softening the premiers up and obliging them to agree to an increase in the GST as the only solution to their future funding problems.

But do you see what this means? It means a big slug of the extra revenue raised by a higher GST would go towards solving the feds' budget problems, not the states'. Suddenly, the pot of gold isn't looking so big.

But that's not all. There are a lot of economists and business people urging that the proceeds from the higher GST first be used to abolish various state taxes regarded as "inefficient" – that is, ones that have the effect of seriously distorting the choices people make.

Top of the list of inefficient state taxes is stamp duty on the transfer of commercial and domestic properties, and the tax on insurance policies. But some business people have their eye on using the GST to replace payroll tax. And a lot of landlords would like to get rid of land tax.

But why stop at eliminating state taxes? Why not use it to reduce a few federal taxes you don't like?

Big business is very anxious to "reform" the tax system by using a higher GST to cut the rate of company tax. And many high income-earners believe it vitally important to cut the top personal tax rate, lest all our top people migrate to countries where taxes are lower (Malaysia, say).

It's clear Treasurer Joe Hockey would very much like to cut company tax and the top tax rate for individuals, if only the boss could summon the courage (and Hockey's powers as a salesman were magically transformed).

But Hockey has another problem he'd no doubt like the GST's help with. He knows that the main thing he's using to allow him to project slowly declining budget deficits in coming years is ever-rising collections of income tax, caused mainly by "bracket creep" – inflation pushing people into higher tax brackets.

The trouble is, after a while, people notice the higher tax rate they're paying on any overtime or pay rise. When they do, they tend to get pretty stirred up and look for a politician to blame.

So Hockey knows that, before long, he'll need to have a tax cut that gets people on tax rates below the top one back into lower brackets. It would be nice if he could make up some of this lost revenue by increasing the GST.

See the magic pudding? There's a host of different groups pushing for higher GST, but they all want to use the proceeds to pay for something different. Between them they have plans to spend each extra GST dollar many times over.

That's true even if, as well as simply increasing the rate to, say, 15 per cent, we also extended it to cover food, education, health and financial services.

And don't forget this: because the GST is universally acknowledged to be a "regressive" tax – it takes a higher proportion of low incomes than of high incomes – it would have to come with a lot of "compensation" for low- to middle-income earners, in the form of increases in pensions and the family allowance and cuts in income tax at the bottom.

All this compensation would have a cost. In other words, the net proceeds from raising the GST would be a lot lower than the gross.

If you get the feeling the debate about increasing the GST has entered the realm of fantasy, you're not wrong. Once the more fanciful ways of using the proceeds had been eliminated, the number of people pushing for it would be greatly reduced.

If you get the feeling this means the GST won't be going up any time soon, you're not wrong, either. I won't be losing any sleep over it.
